EVIDENCE FROM THE INTERBANK 1 MARKET Davor Mance2 Bojana Olgic Drazenovic Stella Suljic Nikolaj Abstract Modern sovereign money is accepted as an institution in virtue of the collective intentionality of the acceptance of the sovereign status function declaration it being the official currency of a country. A status function declaration may not create money it may only create a currency. How does one test the fact that an official currency also has all the properties of money? We propose a rather simple test based on the Granger causality of the acceptance of a currency in virtue of money if, and only if, the allocation function of its market interest rate is not rejected. This condition is fulfilled if the interest rate is its genuine allocator. This is the case if the changes in quantity cause the change in the interest rate as a price of money i.e. its true opportunity cost. We find that market interest rate changes are Granger caused by changes in quantities of traded euros on the overnight banking market but not by changes in the quantity of traded Croatian kuna. Thus, the Croatian kuna is only the domestic currency of Croatia, and the euro is its true money. Keywords: money functions, euroization, ZIBOR, Granger causality. Based on that, and taking into account Croatia's close ties to the euro area, we es- timate that the introduction of the euro, due to lower transac- tion costs, easier price comparison and currency risk reduc- tion, might provide a small boost to Croatian trade in goods and services, particularly in tourism, and encourage foreign investment.

I will assess the affect the European Union has on the Eastern world of Europe and how a currency change to the Euro could affect developmental progress. I will explicitly utilize development theories to demonstrate the differences in progress between the three countries where Poland is most progressive, then Croatia, and ending with Ukraine. There will be an introduction, separate chapters on each country, and a comparison chapter, along with a conclusion.

Kennedya 7 10000 Zagreb Croatia [email protected] Abstract This paper analyses the integration of Croatian and the euro area’s industrial production indices in order to see whether Croatia and the euro area form an optimum currency area. More precisely, it is of interest to determine would future Croatian adoption of euro be of benefit to Croatia (of course, once Croatia joins the EU). First, unit root tests are employed, then cointegration analysis and finally Granger causality test. Results indicate that there is no long run relationship between Croatian and the euro area’s industrial production indices. However, Granger causality test shows that in the short run the euro area’s industrial production causes Croatian. But, this is not enough to conclude that Croatia and the euro area form the optimum currency area. Introduction In a situation when Croatia started with the negotiation process for joining the EU and when it is very likely that Croatia will join the EU in the next decade at latest, it is justifiable to expect that Croatia will introduce euro, since new members do not have the possibility of the “opt out” clause. For that reason it is necessary to examine whether the introduction of euro will be beneficial for Croatia or will it impose unwanted costs. Discussion about common currency areas usually rests on the theory of optimum currency areas, which was created by Mundell (1961) and supplemented by many other authors such as McKinnon (1963), Kenen (1969), Tower and Willett (1976), Tavlas (1993), Bayumi and Eichengreen (1996) and Frankel and Rose (1998).

    4 PREFACE This document contains two selected issues papers. With one paper assessing external stability in Croatia and the other taking a cross-country perspective on analyzing inefficiencies in Croatian public spending, the papers are integral to the analysis for the 2008 Article IV consultation. In addition, the latter paper also served as input into a technical assistance mission on short-term expenditure rationalization, which the Fund’s Fiscal Affairs Department undertook in collaboration with the World Bank in January–February 2008. The first paper focuses on external stability, an important issue in view of Croatia’s external imbalances and the requirements of the IMF’s 2007 Decision on Bilateral Surveillance. The paper concludes that the real exchange rate is broadly in line with economic fundamentals, and that external debt dynamics are sustainable over the medium-term, as long as macroeconomic policies remain strong. However, there are risks to external stability, largely related to financial account vulnerabilities that arise from the possibility of increases in the cost of foreign borrowing and/or a significant slowdown in capital inflows. This underscores the importance of policies to reduce Croatia’s external imbalances, not only through strong macroeconomic policies, but also through structural reforms. It also underscores the importance of the authorities having contingency measures at the ready. The second paper finds evidence of significant inefficiencies in Croatia’s social spending. This implies there is room to reduce government spending without unduly sacrificing the quality of social services. The paper discusses a number of reform measures to reduce inefficiencies in public spending and generate budgetary savings, with a view to reducing the size of the general government deficit.
