2. Liquidity has pumped the market quite a bit now. So, do you believe that markets are overheated? How do you look at current rally in the stock markets?

We evaluate stocks and market based on their intrinsic fair value and in our view the markets are above their fair value at present. The availability of cheap money across the world has played a significant role in this rally. Market being overvalued means that we have borrowed some returns from future and hence we should expect moderate returns from here on. Nifty fell 2.5% in January 2021 as investors became wary of risks from the upcoming union budget, new lockdowns being enforced in some countries and concerns over new strains of the Covid-19 virus. However, Mid-caps (Nifty Midcap100 Index up 0.3%) and small- caps (Nifty Smallcap 100 Index up 1.3%) outperformed the large-caps (BSE100 Index down 2.1%). The best performing sectors were Auto (Nifty Auto Index up 6.7%), IT (Nifty IT Index up 1.6%) and PSU Banks (Nifty PSU Bank Index up 3.5%). On the other hand, Pharma (Nifty Pharma Index down 5,8%), Metal (Nifty Metal Index down 5.4%) and Energy (Nifty Energy Index down 4.5%) were underperformers for the month.

Nifty touched a new peak in January 2021 before declining 2.5% for the month. However, the index was up 14.0% over the last year and is trading at a significant premium to its current fair value, based on our internal research. While the fair value growth in the near term is expected to be sharp as we emerge from the recession caused by the pandemic, we seem to have borrowed some returns from the future. According to us, the catalyst of fair value growth going forward would be a) Government’s stimulus measures to boost investment and consumption demand which has slowed due to the lockdowns, b) cyclical uptick in economy along with release of pent up demand, which can lead to improved capacity utilization and c) consequent earnings growth from increased asset utilization, getting a boost from operating leverage. However, the key risks to fair value growth are a) longer-than-expected economic slowdown due to knock-on effects of the ongoing second wave of Covid-19 infections in developed nations and b) increase in medium term interest rates due to increased government borrowing.
