Capital Markets Project the UKRAINE STOCK Capital Markets Project THE UKRAINE STOCK EXCHANGE ENVIRONMENT: CHALLENGES AND RECOMMENDATIONS Prepared by: Robert L. Mr. Smith has significant direct experience in emerging markets including work in Kazakstan, Thailand, China, Kyrgyzstan, and Georgia. 2 Preface This paper presents an analysis of securities exchanges in Ukraine, focusing in particular on whether the existing institutions have the capacity and independence to support a truly dynamic financial sector for Ukraine. While the focal point of the paper is the Ukrainian exchange environment, the role of the regulator, the Securities and Stock Market State Commission, is examined in the context of its impact on the development of stock exchange operations supporting true price transparency and planning for pension reform investments. In order to more fully speak to these challenges and better understand the role Ukraine’s securities exchanges can and should play in responding to them, the following analysis of the current status of Ukraine’s stock exchange operations was undertaken: • Background--History – review of the historical development of Ukraine’s securities exchanges, the current political and financial issues exchanges face, and the role of the GOU, the private sector, and international donor community. • Technical Capacity Analysis – evaluation of the capabilities of key exchanges active in Ukraine against requirements for a well-regulated and dynamic trading market, measured against international best practices for this market place. The analysis included, but was not limited to, a review of issues such as pricing, information disclosure, listing requirements, and the ability to service the full range of domestic and international customers. This analysis was benchmarked against several comparable markets. • International Best Practices – comparison of Ukraine’s exchange operations against international best practices, including a review of compliance with IOSCO Principles for operation of stock exchanges. The paper is intended to provide a baseline for future technical assistance to improve the operations of securities exchanges to meet market needs and contains short and medium term recommendations. This dramatic growth in Ukraine’s market capitalization when compared to Hungary, Poland and Czech Republic is Market Capitalization as Persentage of GDP explained by the positive effect % of the Orange Revolution. 40 Although there are 235 listed 35 companies, the market is highly 30 concentrated, with the market 25 capitalization of the 10 largest 2003 20 2004 companies representing about 2005 70 percent of the market. 15 Despite this growth, the equity 10 market is highly fragmented, 5 lacks price transparency, and is 0 illiquid. Recent political intervention is evidenced by the Presidential Decree dated November 24, 2005. This Decree directed that pension funds invest only in shares listed on a “securities exchange.” Likewise the Decree mandated that State owned shares be sold and traded over stock exchanges, and that state owned enterprises must be listed on stock exchanges. Yet the existing stock exchanges lack the institutional capacity to provide a fair and transparent market for this State dictate. These directives, if implemented, will favor the financial security of weak ”pocket” exchanges at the expense of a vibrant capital market and pension reform. Support of dormant stock exchanges can only lead to price manipulation and further corruption. The current fragmentation of the market flows from decisions made to facilitate mass privatization in the mid 1990s, in which the regulator, acting more as an administrator of the market than a regulator, licensed regional stock exchanges to handle privatizations of local enterprises. Today, Ukraine has 10 trade organizations licensed by the SSMSC, 8 of 7 which are licensed as a stock exchange, and 2 licensed as trade information systems 1 (electronic trading systems), which is well in excess of the markets needs. The two most active trade organizations are PFTS, an electronic trading system, which accounts for more than 86% of all trading volume, and the Ukrainian Stock Exchange, established in 1991, which accounts for approximately 12.6% of trade volume. The remaining 8 trade organizations, 7 exchanges and one electronic trading system, are practically dormant, but with random trading, further exacerbating the fragmented market, and adversely affecting price and liquidity. Whereas separatists’ control caused a decline in economic activity by at least 38%, the thesis does not find evidence supporting that the impact of conflict intensity on asset prices and institutional change in Ukraine was linear in parameters. The thesis explains the lack of the linear relationship between asset price move- ments and conflict intensity by investors’ inattention caused by information overload during the early stages of the conflict. Regarding the possible relationship between con- flict and institutional change, the thesis argues that it was electoral competition, not the conflict dynamics, that had an impact on the decision-making process of the policymak- ers in Ukraine.

The research is based on the analysis of the important aspects which characterize stock market development. They are the volume of trading activity that was done on stock exchanges, level of market capitalization, economic concentration, price policy on market services, and control over the insider information use and manipulation identification. Results. On the basis of volume of trading activity that was done on stock exchanges, features of stock market structure are determined. Comparative analysis between the stock market capitalization level of Ukraine and average world index of stock market capi- talization is done. The level and dynamic of economic concentration is defined. Features of competition between Ukrainian stock exchanges are analyzed. Great attention in research is paid to problems of control over the insider information use and principles of manipulation identification by stock exchanges. Value/originality. The research showed that main amount of trading operations was done in “shadow” stock market, capitalization level decreased and stock market in Ukraine does not meet international standards of transparency. Further research should be focused on problems of ensuring the effective implementation of the basic principles of competition between market participants.

    10 Cleaning Up the Energy Sector Victory is when we won’t buy any Russian gas. —Prime Minister Arseniy Yatsenyuk1 Ukraine’s energy sector is well endowed but extremely mismanaged. Since Ukraine’s independence, it has been the main source of top-level corruption, and its prime beneficiaries have bought the state. This long-lasting policy has undermined national security, caused unsustainable public costs, jeopardized the country’s balance of payments, led to massive waste of energy, and capped domestic production of energy. It is difficult to imagine a worse policy. In- stead, conditions should be created so that Ukraine can develop its substantial energy potential and become self-sufficient in coal and natural gas.2 The solution to these problems is no mystery and it has been elaborated in a large literature for the last two decades. To check corruption energy prices need to be unified. That means raising key prices four to five times, which will eliminate the large energy subsidies and stimulate energy saving, while also stimulating domestic production of all kinds of energy. To make this politi- cally possible, social compensation should be offered to the poorest half of the population. The energy sector suffers from many shortcomings, and most of these need to be dealt with swiftly. Otherwise, new rent-seeking interests will evolve, and soon they will become entrenched and once again impossible to defeat.     2020 Market Highlights Summary 2020 was an extraordinary year for everyone, perhaps rather too eventful. The Covid-19 pandemic, the US presidential election, Brexit, the resignation of Japan’s prime minister Shinzo Abe and increased tension between the US and China created vast economic uncertainty and a flood of pessimistic forecasts. In March we saw market volatility levels comparable only to those of the Great Financial Crisis of 2008 and for months on end, normal working, travel, and leisure arrangements were severely disrupted. When we look at the data, the magnitude of the shock is evident, particularly in March. But what is remarkable is that despite the exceptional circumstances and even during the worst days of the crisis, markets remained open and functioning. In addition, after the peak in uncertainty observed in March, markets quickly recovered. By the end of July, most indicators registered a quick reversal to the activity levels seen before the pandemic, reflecting a strong confidence in the markets and in their role in supporting the economy. Towards the end of the year, the news of the development and approval of several Covid-19 vaccines, the final agreement between the UK and the EU, and the outcome of the US elections seemed to have boosted the confidence of investors and issuers, driving markets to end the year on a high note. Key Indicators Equities • After a sharp drop (20.7%) in Q1, domestic market capitalisation quickly recovered, reaching pre-pandemic levels by the end of Q2. • In November 2020, global market capitalisation passed the 100 USD trillion mark for the first time, ending the year at 109.21 USD trillion, up 19.7% when compared with the end of 2019.
