Theory of Fiscal Policy Fiscal Policy is the use of government purchases, transfer payments, taxes, and borrowing to affect macroeconomic variables such as real GDP, employment, the price level, and economic growth. A. Fiscal Policy Tools • Automatic stabilizers: Federal budget revenue and spending programs that automatically adjust with the ups and downs of the economy to stabilize disposable income. • Discretionary fiscal policy: Deliberate manipulation of government purchases, transfer payments, and taxes to promote macroeconomic goals like full employment, price stability, and economic growth. • Changes in Government Purchases: At any given price level, an increase in government purchases or transfer payments increases real GDP demanded. For a given price level, assuming only consumption varies with income: o Change in real GDP = change in government spending × 1 / (1 −MPC) other things constant. o Simple Spending Multiplier = 1 / (1 − MPC) • Changes in Net Taxes: A decrease (increase) in net taxes increases (decreases) disposable income at each level of real GDP, so consumption increases (decreases). The change in real GDP demanded is equal to the resulting shift of the aggregate expenditure line times the simple spending multiplier. o Change in real GDP = (−MPC × change in NT) × 1 / (1−MPC) or simplified, o Change in real GDP = change in NT × −MPC/(1−MPC) o Simple tax multiplier = −MPC / (1−MPC) B. Discretionary Fiscal Policy to Close a Recessionary Gap Expansionary fiscal policy, such as an increase in government purchases, a decrease in net taxes, or a combination of the two: • Could sufficiently increase aggregate demand to return the economy to its potential output. -

The definition of foreign official institutions is: "FOREIGN OFFICIAL INSTITUTIONS (FOI) include the following: 1. Treasuries, including ministries of finance, or corresponding departments of national governments; central banks, including all departments thereof; stabilization funds, including official exchange control offices or other government exchange authorities; and diplomatic and consular establishments and other departments and agencies of national governments. 2. International and regional organizations. 3. Banks, corporations, or other agencies (including development banks and other institutions that are majority-owned by central governments) that are fiscal agents of national governments and perform activities similar to those of a treasury, central bank, stabilization fund, or exchange control authority." Although the attached list includes the major foreign official institutions which have come to the attention of the Federal Reserve Banks and the Department of the Treasury, it does not purport to be exhaustive. Whenever a question arises whether or not an institution should, in accordance with the instructions on the TIC forms, be classified as official, the Federal Reserve Bank with which you file reports should be consulted. It should be noted that the list does not in every case include all alternative names applying to the same institution. -

Klein Ross Starr begins his article on Kenneth Arrow (1921–) in The New Palgrave Dictionary of Economics by saying that he “is a legendary figure, with an enormous range of contributions to 20th-century economics…. His impact is suggested by the number of major ideas that bear his name: Arrow’s Theorem, the Arrow- Debreu model, the Arrow-Pratt index of risk aversion, and Arrow securities” (Starr 2008). Besides the four areas alluded to in the quotation from Starr, Arrow has been a leader in the economics of information. In 1972, at the age of 51 (still the youngest ever), Arrow shared the Nobel Prize in economics with John Hicks for their contributions to general economic equilibrium theory and welfare theory. But if the Nobel economics prize were given for specific accomplishments, and an individual could win repeatedly, Arrow would surely have several. It has been shown that Arrow is the economics laureate who has been most cited within the Nobel award lectures of the economics laureates (Skarbek 2009). -

NBER Working Paper 5723 August 1996 HONG KONG’S CURRENCY BOARD AND CHANGING MONETARY REGIMES ABSTRACT The paper discusses the historical background and institutional details of Hong Kong’s currency board. We argue that its experience provides a good opportunity to test the macroeconomic implications of the currency board regime. Using the method of Blanchard and Quah (1989), we show that the parameters of the structural equations and the characteristics of supply and demand shocks have significantly changed since adopting the regime. Variance decomposition and impulse response analyses indicate Hong Kong’s currency board is less susceptible to supply shocks, but demand shocks can cause greater short-term volatility under the system. -

Caves III January 2021 1 Introduction During their confirmation hearings last week in the U.S. Senate, President Joe Biden's key national security nominees noted that the new administration was prepared to return to the nuclear accord with Iran, but warned that such a return would not be swift. First, Iran would have to resume compliance with the accord's nuclear restrictions in a verifiable manner, according to Secretary of State designate Antony Blinken, at which point the United States would resume compliance as well. President Biden’s choice for director of national intelligence, Avril Haines, estimated during her confirmation hearing that “we are a long ways from that.”1 Compliance for the United States would mean reversing at least part of the Trump administration's “maximum pressure” campaign—a set of overlapping trade and financial restrictions on almost every part of Iran's economy. The outgoing administration made such a reversal more challenging, particularly as a result of the sanctions imposed on Iran's financial sector in the administration's final months. On October 8, 2020, the United States designated Iran’s financial sector pursuant to Executive Order (E.O.) 13902 and sanctioned eighteen Iranian banks.2 In doing so, the U.S. Treasury Department applied secondary sanctions to Iran's entire financial sector for the first time, potentially barring foreign entities from the U.S. financial system should they do business with Iranian banks. -

Smith Department of Economics, University of Texas, Austin TX 78712 E-mail: [email protected] According to the logic of the Friedman rule, the opportunity cost of holding money faced by private agents should equal the social cost of creating addi- tional fiat money. Thus nominal rates of interest should be zero. This logic has been shown to be correct in a number of contexts, with and without various distortions. In practice, however, economies that have confronted very low nominal rates of interest over extended periods have been viewed as performing very poorly rather than as performing very well. Examples include the U.S. during the Great Depression, or Japan during the last decade. Indeed economies experi- encing low nominal interest rates have often suffered severe and long-lasting recessions. This observation suggests that the logic of the Friedman rule needs to be reassessed. We consider the possibility that low nominal rates of interest imply that fiat money is a good asset. As a result, agents are induced to hold an excessive amount of savings in the form of money, and a sub-optimal amount of savings in other, more productive forms. Hence low nominal interest rates can lead to low rates of investment and, in an endogenous growth model, to low rates of real growth. This is a cost of following the Friedman rule.
