The Art Of Valuation Since the summer of 1997, I have written three major studies on stock valuation and numerous commentaries on the subject.1 This is the fourth edition of this ongoing research. More so in the past than in the present, it was common for authors of investment treatises to publish several editions to update and refine their thoughts. My work on valuation has been acclaimed, misunderstood, and criticized. In this latest edition, I hope to clear up the misunderstandings and address some of the criticisms. -

Their steadfastness was rewarded in the subsequent bull market. Despite unusual interest in some “experience” stocks, their aggregated consensus portfolio (likely mimicking the household-equal-weighted portfolio) primarily tilted towards stocks with high past share volume and dollar-trading volume. These were mostly big stocks. Both their timing and their consensus portfolio performed well from mid-2018 to mid-2020. In the worst times, value stocks have higher liquidity betas than in the best times, while the opposite holds for growth stocks. Small value stocks have higher liquidity exposures than small growth stocks in the worst times. Small growth stocks have higher liquidity exposures than small value stocks in the best times. Our results are consistent with a flight-to-quality explanation for the countercyclical nature of the value premium. Exposure to time-varying liquidity risk captures 35% of the small- stock value premium and 100% of the large-stock value premium. Monetary Exchange in Over-the-Counter Markets: A Theory of Speculative Bubbles, the Fed Model, and Self-fulfilling Liquidity Crises Ricardo Lagos∗ Shengxing Zhangy New York University London School of Economics September 2014 Abstract We develop a model of monetary exchange in over-the-counter markets to study the ef- fects of monetary policy on asset prices and standard measures of financial liquidity, such as bid-ask spreads, trade volume, and the incentives of dealers to supply immediacy, both by participating in the market-making activity and by holding asset inventories on their own account. The theory predicts that asset prices carry a speculative premium that reflects the asset's marketability and depends on monetary policy as well as the microstructure of the market where it is traded. These liquidity considerations imply a positive correlation between the real yield on stocks and the nominal yield on Treasury bonds|an empirical observation long regarded anomalous. The theory also exhibits rational expectations equi- libria with recurring belief driven events that resemble liquidity crises, i.e., times of sharp persistent declines in asset prices, trade volume, and dealer participation in market-making activity, accompanied by large increases in spreads and abnormally long trading delays. How Do Underwriters Value Initial Public Offerings?: An Empirical Analysis of the French IPO Market Abstract This paper investigates how French underwriters value the stocks of companies they bring public. Underwriters often use several valuation methods to determine their fair value estimate of the IPO firm’s equity. We investigate five of these valuation methods: peer group multiples valuation, the dividend discount model, the discounted cash flow model, the economic value added method, and underwriter-specific methods. We document that underwriters base their choice for a particular valuation method on firm characteristics, aggregate stock market returns and aggregate stock market volatility in the period before the IPO. In addition, we examine how underwriters combine the value estimates of the valuation methods they use into a fair value estimate by assigning weights to these value estimates. We document that these weights also depend on firm-specific factors, aggregate stock market returns and aggregate stock market volatility. Finally, we document that underwriters discount their fair value estimate to set the preliminary offer price of the shares. -

1 Factor Models a (Linear) Factor Model Assumes That the Rate of Return of an Asset Is Given By
1Factor Models The Markowitz mean-variance framework requires having access to many parameters: If there are n risky assets, with rates of return ri,i=1, 2,...,n, then we must know 2 − all the n means (ri), n variances (σi ) and n(n 1)/2covariances (σij) for a total of 2n + n(n − 1)/2 parameters. If for example n = 100 we would need 4750 parameters, and if n = 1000 we would need 501, 500 parameters! At best we could try to estimate these, but how? In fact, it is easy to see that trying to estimate the means, for example, to a workable level of accuracy is almost impossible using historical (e.g., past) data over time.1 What happens is that the standard deviation of our estimate is too large (for example larger than the estimate itself), thus rendering the estimate worthless. One can bring the standard deviation down only by increasing the data to go back to (say) over ahundred years! To see this: If we want to estimate expected rate of return over a typical 1-month period we could take n monthly data points r(1),...,r(n) denoting the rate of return over individual months in the past, and then average 1 n r(j). (1) n j=1 This estimate (assuming independent and identically distributed (iid) returns over months) has a mean√ and standard deviation given by r, σ/ n respectively, where r and σ denote the true mean and standard deviation over 1-month. If, for example, a stock’s yearly expected rate of return is 16%, then the monthly such rate is r =16/12=1.333% = 0.0133.
