Annual Fund Review 05 Risk Control

Risk management is an integral part of our investment process. The company has well-defined risk policies and processes covering both portfolio and process risk. Further, the company has systems and software in place to monitor compliance of Regulations and Investments norms on a daily basis.

The operating policy for each asset class defines, the framework within which the investments are made in specific funds. Most of our equity investments are in securities which are constituents of the S&P BSE-500 or the NSE Nifty-500 universe, and predominantly above a market capitalization of `10,000 crore. The portfolio is well-diversified across companies and industries as a risk-mitigation measure. The debt portfolio of the company is mostly invested in assets of the highest credit quality i.e. Government of India securities, and AAA rated securities, with only a small exposure to AA rated securities. The key risk management policy adopted is maintaining high standards of credit quality of the portfolio and maintaining an optimum duration depending on the market outlook.

The exposure to stocks and duration of bonds changes, over time based on an indepth analysis of the factors affecting these markets. A reasonable level of liquidity is also maintained within the respective funds so as to enable smooth redemption process on account of switches or claims.

Annual Fund Review 06 Macro-Economic background and Outlook a. Indian and global economy : review and outlook

India’s Gross Domestic Product (GDP) grew at +1.6% YoY in the last quarter of FY 2020-21, aided by a low base and high Government spending, though the year FY 2020-21 ended with a GDP contraction of 7.3% on account of the Covid-19 related lockdowns. The fiscal deficit for FY 2020-21 was 9.2% of GDP, due to higher expenditure towards stimulus, and lower tax revenues. Headline Consumer inflation averaged 6.2% during FY 2020-21. Exports exhibited a stellar growth in March, but the trade deficit widened to $13.9 bn as imports too, rose for most categories, indicating significant domestic activity levels.

Globally, economies are on the recovery path, post the weakening of the Covid pandemic, and with the increasing pace of vaccinations. Global growth is projected by IMF at 6% in calendar 2021, moderating to 4.4% in 2022. India GDP growth is projected at 9.5 per cent in 2021-22 and consumer inflation is projected at 5.1 per cent during 2021-22 by RBI. India’s foreign exchange reserves have been above 575 m$ during the past 5 months of FY 2020-21, a level which is significantly higher than FY2019-20, and this should provide respite if we see outflows from foreign investors.

Annual Fund Review 07 Macro-Economic background and Outlook b) Equity markets review and outlook FY 2020-21 was an eventful year for equity markets, with gains of over 70% in large cap indices, after having commenced with an uncertain outlook in the midst of a nationwide lockdown. The year also saw a significant move in the broader market with the Nifty Midcap 100 index outperforming the Nifty-50, and registering over 100% returns for the year. The economic recovery post unlocking was impressive, though some of the sectors continue to remain adversely impacted. Corporate earnings were significantly better than expectations mainly on account of stricter cost control initiated by the corporates leading to massive earnings upgrades. Earnings upgrades outpaced downgrades during the year. The Union Budget was a major positive; the Government's focus on fiscal expansion and a higher spending on capex augurs well for a potential revival of the long-delayed private investment cycle. Directionally, it can be inferred from the Budget speech that the Government could be willing to spend on growth for 3 more years, since the glide path for the fiscal deficit has been mentioned as reaching 4.5% only by FY 2025-26, from the budgeted 6.8% of FY 2021-22. While the initial part of the rally in the market (in H1 FY 2020-21) was a liquidity-driven one, the latter part of rally was led by improving fundamentals (in Q3 FY 2020-21) and finally, by the Budgetary announcements (in Q4 FY 2020-21). Thus, we witnessed a unidirectionally strong move through the entire year FY 2020-21, in the equity market. Domestic mutual funds witnessed redemptions during a major part of the year, leading to these funds being net sellers to the tune of $ 11.5 bn during FY2020-21. Foreign Institutional Investors (FIIs) remained massive buyers for a large part of the year of almost $ 37 bn, a U-turn after having been large sellers in the last quarter of the earlier financial year (Q4 FY 2019-20). A global risk-on sentiment fueled with excess liquidity, and an improved corporate performance in India aided these large inflows.

Outlook: Real GDP growth of 1.6% in Q4 FY 2020-21 was stronger than expected and above the 0.5% reported for Q3 FY 2020-21, and was led by a continued recovery in investments. The FY 2020-21 real GDP growth stood at -7.3% (vs +4% in FY 2019-20); with a nominal GDP of - 3.0% for FY 2020-21. The GDP data for Q4 FY 2020-21 reflects the resilience of the manufacturing sector and strong Government expenditure. Looking ahead, the GDP growth in FY 2021-22 would depend on the impact of subsequent wave(s) of the Covid pandemic, impact on consumer sentiment, the corresponding partial lockdowns in major States, and the ability of vaccine manufacturers to ramp up production. Corporate earnings for Q4 FY 2020-21 have been reasonably good, with both revenues and margins exceeding analyst expectations. Corporate commentary for FY 2021-22 too has continued to be positive, despite the near-term headwinds in Q1 FY 2021-22. With Nifty 50 levels quoting at 18-19xFY 2022-23 expected earnings, we could be looking at some near-term consolidation in terms of the Nifty-50 index, though we could continue to witness sectoral rotation, since some of the sectors have not participated in the recent upmove. We continue to look at stock-specific or sector-specific opportunities on a longer-term horizon. The equity market performance for various periods ending March 31st, 2021 is shown in the table below.

Annual Fund Review 08 Macro-Economic background and Outlook

C. Debt Market Review and Outlook

The year FY 2020-21 commenced with Covid-19 impacting various countries within a short period, and the imposition of lockdowns to contain the spread. The nationwide lockdown in India led to a sharp contraction of 24.4% in India’s GDP in Q1 FY 2020-21. The Central Government and the Monetary Policy Committee announced measures (fiscal and monetary) to support the adversely impacted sections of the society and to support the economy. Liquidity and regulatory measures were announced by RBI, along with a reduction of the repo rate from 4.4% to 4.0% by the MPC, and an Rs 20 lakh crore stimulus package was announced by the Govt. Bond yields eased to around 5.8% by July. The GDP contraction was lesser, at -7.3% in Q2 with a partial unlocking of the economy. However retail inflation was above the upper limit of RBI’s medium-term target band of 4% +/- 2%, primarily due to supply-chain disruptions. The 10-year G-sec yield rose to around 6.1%, before RBI’s Open Market Operations resulted in the yield easing back to around 5.9%. GDP improved to 0.46% in Q3 FY 2020-21. Despite a multi-year high CPI, bond yields remained low due to RBI’s accommodative stance and Open Market Operations. Surplus liquidity in the banking system sharply lowered the short-term rates, and a 3-month treasury bill was issued at sub 3% levels. A higher-than-expected fiscal deficit estimate of 6.8% of GDP for FY 2021-22 announced in the Budget, coupled with global developments such as US treasury yields trending higher with the economy recovering and with expectations of tapering of asset purchases by the Federal Reserve, led to a slight increase in bond yields in India as well. The 10-year G-Sec therefore ended FY 2020-21 at 6.17%.

Annual Fund Review 09 Macro-Economic background and Outlook

Outlook: Q1 FY 2021-22 witnessed the second wave of Covid impacting India, however there is a gradual improvement towards the end of June, and lockdowns in most States have been partially lifted. Economists are expecting a GDP growth of 9%+ for FY 2021-22, revised lower from 10%+ due to the impact in Q1. Sharply higher commodity prices (particularly metals and Brent crude oil) would lead to inflation being closely watched in FY 2021-22. CPI is expected to average 5-5.5% for the year. RBI has approved the transfer of more than Rs 99,000 cr to the Central Govt. as dividend, significantly higher than last year’s Rs 57,000 cr. During Q1, the MPC has kept the repo rate unchanged at 4% and maintained its accommodative stance. The announcements and implementation of G-SAP (Govt.-Securities Acquisition Programme, in large tranches) could aid in keeping bond yields low till September. However, the fall in interest rates would be limited by the large fiscal pressure caused by higher borrowings. We therefore expect the 10- year G-Sec to trade in a narrow range of 5.95% to 6.35% over the course of FY 2021-22.
