Overstock CEO Comments on SEC's New Rules Against Naked Short Selling Overstock CEO Comments on SEC's New Rules Against Naked Short Selling September 17, 2008 'Nerf penalties for financial rapists' declares Byrne SALT LAKE CITY, Sept. 17 /PRNewswire-FirstCall/ -- Overstock.com, Inc. (Nasdaq: OSTK) chairman and CEO Patrick M. Byrne comments on the SEC's September 17, 2008 press release (see http://www.sec.gov/news/press/2008/2008-204.htm) that purports to protect investors against naked short selling. Dr. Byrne commented, "At the core of the SEC announcement is a decision that if a hedge fund naked shorts a stock, its broker isn't supposed to let them naked short again. But guess what: they were not supposed to naked short in the first place. Instead of giving the buyer who receives the fail the right to put it back to the naked short selling participant, the SEC once again opts for nerf penalties for financial rapists. "If the SEC were anything but a hedge fund bootlick," continued Byrne, "it would not have taken the half-measure of a pre-borrow requirement applied only as a penalty for those failing to deliver within T+3, but would have instituted a market-wide pre-borrow requirement (as it did in its July 15, 2008 Emergency Order protecting Upper Caste financial firms), and mandatory buy-ins at T+3. "Some questions for the SEC: 1. How will the SEC determine whether an institution is in compliance with this rule? The only way to determine compliance is through an SEC audit, something that could only occur months after the fact. In the case of a bear raid, that will be too late. 2. Where is the 'buy-in' requirement? Under the new SEC rules a crooked hedge fund can still naked short sell without settlement and keep that short open indefinitely. It appears that only future naked short sales will require a pre-borrow and that there is still no closeout requirement for failed trades. 3. What of manipulative day trading? Chairman Cox has admitted that the financial stocks did not have a significant level of naked shorts, but rather collapsed under day trading activities. The new rule fails to address this, the very activity that generated the need for the July 15, 2008 emergency order. The manipulative day trading short seller never has a position open for three days. However, under the new rules, he can still use a single locate multiple times to create the best leverage possible to drive natural investors out of the market. 4. Where are the penalties? Without meaningful penalties, these rules have no bite. The SEC needs to make sure that the rules are strictly and aggressively enforced -- both for failures to deliver that occur within the CNS system and outside the CNS system in ex-clearing trades, where, I suspect, there is naked shorting that makes the object of current SEC concerns look like small potatoes. "Rule 10b-21, the short selling anti-fraud rule, is a carefully contrived joke. It moves from a low-penalty too-vague-to-enforce rule, to a high-penalty too-vague-to-enforce rule. Without strict and aggressive SEC enforcement (for which the SEC has zero demonstrated record) it will be just more lines of meaningless pabulum in the Federal Register. "On the bright side, the SEC has eliminated a major loophole in Regulation SHO, the options market maker exception. There was never a good reason why options market makers should have been allowed to naked short and fail to deliver in perpetuity. For taking this long overdue action, I applaud the SEC. "What is needed is a Congressional investigation into the abortion that is our nation's stock settlement system, focusing especially on the DTCC. With the recently released revised regulations slated to take effect in November, regulation of short-selling in Japanese markets is set to finally return to normal. Short selling is an investment technique whereby an investor borrows from a third party securities that he does not currently own and sells them in the aim of repurchasing them later at a lower price. When a security is sold short, its market price reflects the investment opinion of investors that do not own the security in the cash market. Short selling also enhances market liquidity by increasing sell orders. It thus fulfills a legitimate economic function but it can also trigger steep price declines if certain stocks are heavily sold short within a short timeframe.

Virtually all research into naked short selling has been conducted using data taken exclusively from the major exchanges. Existing research continues to focus on major exchanges even as regulators stress that small firms, in particular those trading over-the- counter, are the most vulnerable to manipulation. Using publically available information, this study has found that several variables including the average daily trading volume, the number of shares in float, and a firm’s market capitalization can be used to identify firms which might be subject to a higher level of naked short selling as identified by post-trade delivery failures. INTRODUCTION Chairman Angelides, Vice Chairman Thomas, Members of the Commission: Thank you for the invitation to share my personal insights as the Chairman of the Securities and Exchange Commission into the causes of the recent financial crisis.1 I believe the work of the Financial Crisis Inquiry Commission (FCIC) is essential to helping policymakers and the public better understand the causes of the recent financial crisis and build a better regulatory structure. Indeed, just over seventy-five years ago, a similar Congressional committee was tasked with investigating the causes of the stock market crash of 1929. The hearings of that committee led by Ferdinand Pecora uncovered widespread fraud and abuse on Wall Street, including self-dealing and market manipulation among investment banks and their securities affiliates. The public airing of this abuse galvanized support for legislation that created the Securities and Exchange Commission in July 1934. Based on lessons learned from the Pecora investigation, Congress passed laws premised on the need to protect investors by requiring disclosure of material information and outlawing deceptive practices in the sale of securities. When I became Chairman of the SEC in late January 2009, the agency and financial markets were still reeling from the events of the fall of 2008. Since that time, the SEC has worked tirelessly to review its policies, improve its operations and address the legal and regulatory gaps – and in some cases, chasms – that came to light during the crisis.

Naked Short Selling and Market Returns Abstract We examine stock market returns around periods of increased naked short selling with two objectives in mind. First, we study persistent failures to deliver (FTDs) for insight into naked short sellers’ trading strategies and their ability to identify overpriced stocks. We find that naked short sellers are contrarians who target stocks that experience positive abnormal returns. Returns following transactions that result in persistent FTDs provide no evidence that naked short sellers are informed traders. Second, we study the market’s reaction to announcements indicating increased levels of naked short selling. We find that abnormal returns are generally positive following such announcements. Swanson Texas A&M University [email protected] June 21, 2013 Abstract: Citing a widely held belief that naked short selling is not based on company fundamentals, the SEC (2008) has substantially tightened Reg. SHO close-out regulations in an effort to eliminate naked short selling. Contrary to accepted belief, we find that accounting fundamentals are highly significant in explaining naked short sales. Further, naked short sales contain incremental information about future stock prices: Abnormal returns from a long/short trading strategy that buys (sells short) shares with low (high) short interest are more than seven times larger using naked and covered short interest, compared to returns using only covered short interest (15.2 percent vs. 2.1 percent annualized). Our findings show that recent actions by regulators to eliminate naked short sales are likely to impede informed arbitrage and reduce market efficiency.   • Plainly Stated, I Do Not Support Any Reimplementation of an Uptick Rule
    Plainly stated, I do not support any reimplementation of an uptick rule, but do support enforcement of current regulations that shorted shares not exceed available shares (i.e. no naked shorting except for reasonable exceptions). I am not strongly opposed to the proposed circuit breaker modified uptick rule, but am strongly opposed to a market wide and permanent price test. My stance stems in good part from my agreement with many of the statements in the Proposed Rule Release No. 34- 59748 discussing the benefits and importance of short selling when striving for an efficient market. This sentence on page 9 of the Release in particular states my sentiments well: “The Commission has long held the view that short selling provides the market with important benefits, including market liquidity and pricing efficiency.15” The tone of the proposal suggests that its authors recognize the vital role short selling plays in the equity markets and even suggests a good dose of hesitancy on their part to pass any regulations that might interfere with efficient short selling. Given this, I will not expound on these here, but will rather take it as a given that we all recognize the vital role that short selling plays in our equity markets. After the horrendous decline and loss of wealth that occurred in the equity markets recently, it is only natural for us to scrutinize the events surrounding the decline in order to better understand the various players and mechanisms involved in the hopes of avoiding similar episodes in the future. Unfortunately, it is also human nature to look outside of ourselves as individuals for places to place blame in order to alleviate our own pain.
