GS E&C (006360 KS) Upbeat on orders in 1H and margins in 2H Construction Most problematic projects likely to be completed in 1H GS E&C’s Saudi Rabigh II (contract value: W2.1tr), Saudi PP-12 power plant (W0.7tr), Company Update and Thailand UHV (W0.7tr) projects are due to be completed in 1H. We could see some March 16, 2016 additional losses during completion, but unless there are further delays, we expect margins to recover full swing from 2H (as is the case with other major construction companies). (Maintain) Buy Cash flow to improve on falling unbilled receivables Target Price (12M, W) 33,000 Since 2010, GS E&C’s billed and unbilled accounts receivable have remained at around 41-44% of overall revenue. Assuming it takes three to four months on average to collect Share Price (3/15/16, W) 27,950 receivables, we believe normal levels should be around 25-33%. The company’s billed and unbilled receivables shrank to W4.1tr at end-4Q15, after peaking at W4.6tr at end- Expected Return 18% 3Q15. In particular, unbilled receivables sharply declined from W3.2tr to W2.1tr during the period. Looking forward, the ongoing conversion of accounts receivable into cash should support continued cash flow improvement. If both contracts come through, this would enable the company to achieve most of its full-year guidance.     Company Overview History of Samsung Samsung's history dates to 1938 when "Samsung General Stores" opened in North Kyung- sang Province, Korea. The company conducted its trade business until the 1950s when it became a producer of basic commodities such as sugar and wool. In 1958, Samsung be- came involved in the insurance industry by incorporating a local fire & marine insurance company. During the 1960s, Samsung became one of the first Korean companies to actively expand its overseas trade. The group consolidated its manufacturing base by adding paper and fer- tilizer businesses. Samsung continued with expansion into the life insurance business, strengthened its retail operations and then moved into the communications sector, success- fully establishing a newspaper and a broadcasting company.     Holding Companies Update on Samsung Group’s ownership restructuring and investment strategy Cheil Industries to merge with Samsung C&T On May 26 th , Cheil Industries and Samsung C&T announced that their boards of directors approved a proposed merger between the two companies. Under the agreement, Cheil Overweight (Maintain) Industries will acquire Samsung C&T by offering 0.3500885 new shares for each Samsung C&T share. The merged entity will be named Sa msung C&T. From a governance Sector Update perspective, we believe the merger will allow Samsung Group’s controlling family to 1) simplify the group ’s circular shareholding structure, 2) gain control over Samsung C&T, May 27, 2015 and 3) secure Cheil Industries’ stake in Samsung Ele ctronics (SEC).
