THE DEBT-DEFLATION THEORY OF GREAT DEPRESSIONS BY IRVING FISHER INTRODUCTORY IN Booms and Depressions, I have developed, theoretically and sta- tistically, what may be called a debt-deflation theory of great depres- sions. In the preface, I stated that the results "seem largely new," I spoke thus cautiously because of my unfamiliarity with the vast literature on the subject. Since the book was published its special con- clusions have been widely accepted and, so far as I know, no one has yet found them anticipated by previous writers, though several, in- cluding myself, have zealously sought to find such anticipations. Two of the best-read authorities in this field assure me that those conclu- sions are, in the words of one of them, "both new and important." Partly to specify what some of these special conclusions are which are believed to be new and partly to fit them into the conclusions of other students in this field, I am offering this paper as embodying, in brief, my present "creed" on the whole subject of so-called "cycle theory." My "creed" consists of 49 "articles" some of which are old and some new. I say "creed" because, for brevity, it is purposely ex- pressed dogmatically and without proof. But it is not a creed in the sense that my faith in it does not rest on evidence and that I am not ready to modify it on presentation of new evidence. On the contrary, it is quite tentative. It may serve as a challenge to others and as raw material to help them work out a better product. -

We identify demand and sup- ply shocks by restricting the short-run responses of output and the price level. On the demand side we disentangle a monetary and non-monetary shock by restricting the response of the interest rate. The responses of labor market vari- ables are similar across shocks: expansionary shocks increase job creation, the hiring rate, vacancies, and hours. They decrease job destruction and the sep- aration rate. -

Quising December 2002 ecently, there has been growing concern about deflation in some Rcountries and the possibility of deflation at the global level. Aggregate demand, output, and employment could stagnate or decline, particularly where debt levels are already high. Standard economic policy stimuli could become less effective, while few policymakers have experience in preventing or halting deflation with alternative means. Causes and Consequences of Deflation Deflation refers to a fall in prices, leading to a negative change in the price index over a sustained period. The fall in prices can result from improvements in productivity, advances in technology, changes in the policy environment (e.g., deregulation), a drop in prices of major inputs (e.g., oil), excess capacity, or weak demand. -

Research & Policy Briefs From the World Bank Malaysia Hub No. 47 May 24, 2021 Demand and Supply Dynamics in East Asia during the COVID-19 Recession Ergys Islamaj, Franz Ulrich Ruch, and Eka Vashakmadze The COVID-19 pandemic has devastated lives and damaged economies, requiring strong and decisive policy responses from governments. Developing Public Disclosure Authorized the optimal short-term and long-term policy response to the pandemic requires understanding the demand and supply factors that drive economic growth. The appropriate policy response will depend on the size and duration of demand and supply shocks. This Research & Policy Brief provides a decomposition of demand and supply dynamics at the macroeconomic level for the large developing economies of East Asia. The findings suggest that both demand and supply shocks were important drivers of output fluctuations during the first year of the pandemic. The demand shocks created an environment of deficient demand—reflected in large negative output gaps even after the unprecedented policy response—which is expected to last through 2021. The extant deficient demand is suggestive of continued need to support the economic recovery. Its size should guide policy makers in calibrating responses to ensure that recovery is entrenched, and that short-term supply disruptions do not lead to long-term declines in potential growth. Problem Set 7 – Some Answers FE312 Fall 2010 Rahman 1) Suppose the Fed reduces the money supply by 5 percent. a) What happens to the aggregate demand curve? If the Fed reduces the money supply, the aggregate demand curve shifts down. This result is based on the quantity equation MV = PY, which tells us that a decrease in money M leads to a proportionate decrease in nominal output PY (assuming of course that velocity V is fixed). For any given price level P, the level of output Y is lower, and for any given Y, P is lower. b) What happens to the level of output and the price level in the short run and in the long run? In the short run, we assume that the price level is fixed and that the aggregate supply curve is flat. In the short run, output falls but the price level doesn’t change. In the long-run, prices are flexible, and as prices fall over time, the economy returns to full employment. If we assume that velocity is constant, we can quantify the effect of the 5% reduction in the money supply. Recall from Chapter 4 that we can express the quantity equation in terms of percent changes: ΔM/M + ΔV/V = ΔP/P + ΔY/Y We know that in the short run, the price level is fixed. This implies that the percentage change in prices is zero and thus ΔM/M = ΔY/Y. Thus in the short run a 5 percent reduction in the money supply leads to a 5 percent reduction in output. -

Eichenbaum‡ Sergio Rebelo§ Mathias Trabandt¶ June 19, 2020 Abstract We analyze the e§ects of an epidemic in three standard macroeconomic models. We find that the neoclassical model does not rationalize the positive comovement of consumption and investment observed in recessions associated with an epidemic. Intro- ducing monopolistic competition into the neoclassical model remedies this shortcoming even when prices are completely flexible. Finally, sticky prices lead to a larger recession but do not fundamentally alter the predictions of the monopolistic competition model. In so doing, I summarize and evaluate different estimation methods that have been applied in the literature to address this hypothesis. Both cross-country and over-time variations in the output-inflation tradeoff are checked with the tests that differentiate the effects on the tradeoff that are attributable to nominal rigidity (the New Keynesian argument) from those ascribable to variance in nominal growth (the alternative new classical explanation). I find that in line with the New Keynesian hypothesis, nominal rigidity is an important determinant of the tradeoff. Given less rigid prices in high-inflation environments, changes in nominal demand are transmitted to quicker and larger movements in prices and lead to smaller fluctuations in the real economy. The tradeoff between output and inflation is hence smaller. How the Rational Expectations Revolution Has Changed Macroeconomic Policy Research by John B. Taylor STANFORD UNIVERSITY Revised Draft: February 29, 2000 Written versions of lecture presented at the 12th World Congress of the International Economic Association, Buenos Aires, Argentina, August 24, 1999. I am grateful to Jacques Dreze for helpful comments on an earlier draft. The rational expectations hypothesis is by far the most common expectations assumption used in macroeconomic research today. This hypothesis, which simply states that people's expectations are the same as the forecasts of the model being used to describe those people, was first put forth and used in models of competitive product markets by John Muth in the 1960s. But it was not until the early 1970s that Robert Lucas (1972, 1976) incorporated the rational expectations assumption into macroeconomics and showed how to make it operational mathematically. The “rational expectations revolution” is now as old as the Keynesian revolution was when Robert Lucas first brought rational expectations to macroeconomics. This rational expectations revolution has led to many different schools of macroeconomic research. The new classical economics school, the real business cycle school, the new Keynesian economics school, the new political macroeconomics school, and more recently the new neoclassical synthesis (Goodfriend and King (1997)) can all be traced to the introduction of rational expectations into macroeconomics in the early 1970s (see the discussion by Snowden and Vane (1999), pp. 30-50). In this lecture, which is part of the theme on "The Current State of Macroeconomics" at the 12th World Congress of the International Economic Association, I address a question that I am frequently asked by students and by "non-macroeconomist" colleagues, and that I suspect may be on many people's minds. -

We first discuss methodological issues distinguishing our approach from others: New Monetarism has something in common with Old Monetarism, but there are also important differences; it has little in common with Keynesianism. We describe the principles of these schools and contrast them with our approach. To show how it works, in practice, we build a benchmark New Monetarist model, and use it to study several issues, including the cost of inflation, liquidity and asset trading. Das Maynard Keynes Problem: Rethinking Rationality Ailian Gan Abstract As with Adam Smith in Das Adam Smith Problem, critics have observed that, across the large body of work produced in John Maynard Keynes’s lifetime, Keynes displays a shifting or even inconsistent view of rationality. In the Treatise on Probability, Keynes argues that economic actors use all available information to make rational decisions. In The General Theory, however, Keynes argues that people are irrational and are highly susceptible to psychological forces. This paper seeks to reconcile both views by arguing that, if one allows economic actors to display a range of rationality, Keynes’s work is wholly consistent. I. Introduction For any great intellectual who produces an enormous body of work, tracing his philosophical foundations and precise intentions is a valuable but daunting task. For Adam Smith, critics were intrigued by the transformations and inconsistencies in arguments of his two most prominent works. In The Theory of Moral Sentiments, Smith was an advocate of sympathy for our fellow human being. In The Wealth of Nations, however, he became a strong advocate of self-interest, arguing that it was the primary motive behind economic behavior and the driving force of the economy. This selfless/selfish mismatch has led many economists following in Smith’s footsteps to question which stance he truly intended and whether the two can be reconciled. Either reading of his intentions can lead to vastly different interpretations of his theories and his legacy. Such was the nature of das Adam Smith problem. For John Maynard Keynes, interpreters of his work face a similar problem.
