Introduction In the last lesson we discussed duopoly markets in which two firms compete to sell a product. In such markets, the firms behave strategically; each firm must think about what the other firm is doing in order to decide what it should do itself. The theory of duopoly was originally developed in the 19th century, but it led to the theory of games in the 20th century. The first major book in game theory, published in 1944, was Theory of Games and Economic Behavior,byJohnvon Neumann (1903-1957) and Oskar Morgenstern (1902-1977). We will return to the contributions of Von Neumann and Morgenstern in Lesson 19, on uncertainty and expected utility. Agroupofpeople(orteams,firms,armies,countries)areinagame if their decision problems are interdependent, in the sense that the actions that all of them take influence the outcomes for everyone. Game theory is the study of games; it can also be called interactive decision theory. Many real-life interactions can be viewed as games. Obviously football, soccer, and baseball games are games.Butsoaretheinteractionsofduopolists,thepoliticalcampaignsbetweenparties before an election, and the interactions of armed forces and countries. Even some interactions between animal or plant species in nature can be modeled as games. In fact, game theory has been used in many different fields in recent decades, including economics, political science, psychology, sociology, computer science, and biology. This brief lesson is not meant to replace a formal course in game theory; it is only an in- troduction. -

Palfrey 1 Introduction Implementation theory is an area of research in economic theory that rigorously investi gates the correspondence between normative goals and institutions designed to achieve {implement) those goals. More precisely, given a normative goal or welfare criterion for a particular class of allocation pro blems (or domain of environments) it formally char acterizes organizational mechanisms that will guarantee outcomes consistent with that goal, assuming the outcomes of any such mechanism arise from some specification of equilibrium behavior. The approaches to this problem to date lie in the general domain of game theory because, as a matter of definition in the implementation theory litera ture, an institution is modelled as a mechanism, which is essentially a non-cooperative game. Dehejia Class Notes - Spring 2001 Auctions Wednesday, February 14 Reading: Handout, Thaler, Milgram There are two basic forms of auctions: Sealed bid submissions and open bids. In a sealed bid auction individuals do not know what others are bidding. Two types of Sealed Bid Auctions: 1st Price sealed bid auction: The highest bid submitted will be the winning bid. The winner pays what he/she bid. 2nd Price sealed bid auction: Everyone submits sealed bids and the winner is the one who submits the highest bid BUT the price paid by the winner is the 2nd highest bid submitted. Two types of open auctions: English auction: The bidding starts low and incrementally rises until someone is the highest bidder and no one is willing to outbid the highest bidder. Dutch auction: The price starts very high and is keeps going down until someone bids. The first person to bid wins. Why Study Auctions? 1) Auctions can be an efficient method of valuing goods. For example: rights to air waves, signals and bandwidth. The government auctioned off parts of the spectrum in anticipation of new technology. The auctions were appealing because well- structured auctions get people to reveal the true valuation of the good. The company (private entity) actually ends up paying to the government what the good is worth to them. It turned out with these auctions that the willingness to pay for a slice of the spectrum, as revealed by the auction outcome, was much higher than expected. 2) Procurement: Governments and entities want to procure goods and services at the lowest possible price (like an auction in reverse). -

The primitives are the preferences of the players, their assignment to nonoverlapping groups, and the goals of the groups. Our notion of collusion is that a group coordinates the play of its members among different incentive compatible plans to best achieve its goals. Unfortunately, equilibria that meet this requirement need not exist. We instead introduce the weaker notion of collusion constrained equilibrium. This al- lows groups to put positive probability on alternatives that are suboptimal for the group in certain razor’s edge cases where the set of incentive compatible plans changes discontinuously. These collusion constrained equilibria exist and are a subset of the correlated equilibria of the underlying game. We examine four per- turbations of the underlying game. In each case,we show that equilibria in which groups choose the best alternative exist and that limits of these equilibria lead to collusion constrained equilibria. We also show that for a sufficiently broad class of perturbations, every collusion constrained equilibrium arises as such a limit. The virtues and vices of equilibrium and the future of financial economics J. Doyne Farmer∗ and John Geanakoplosy December 2, 2008 Abstract The use of equilibrium models in economics springs from the desire for parsimonious models of economic phenomena that take human rea- soning into account. This approach has been the cornerstone of modern economic theory. We explain why this is so, extolling the virtues of equilibrium theory; then we present a critique and describe why this approach is inherently limited, and why economics needs to move in new directions if it is to continue to make progress. We stress that this shouldn't be a question of dogma, but should be resolved empir- ically. There are situations where equilibrium models provide useful predictions and there are situations where they can never provide use- ful predictions. There are also many situations where the jury is still out, i.e., where so far they fail to provide a good description of the world, but where proper extensions might change this. Our goal is to convince the skeptics that equilibrium models can be useful, but also to make traditional economists more aware of the limitations of equilib- rium models. We sketch some alternative approaches and discuss why they should play an important role in future research in economics.
