BIS Working Papers No 136 The price level, relative prices and economic stability: aspects of the interwar debate by David Laidler* Monetary and Economic Department September 2003 * University of Western Ontario Abstract Recent financial instability has called into question the sufficiency of low inflation as a goal for monetary policy. This paper discusses interwar literature bearing on this question. It begins with theories of the cycle based on the quantity theory, and their policy prescription of price stability supported by lender of last resort activities in the event of crises, arguing that their neglect of fluctuations in investment was a weakness. Other approaches are then taken up, particularly Austrian theory, which stressed the banking system’s capacity to generate relative price distortions and forced saving. This theory was discredited by its association with nihilistic policy prescriptions during the Great Depression. Nevertheless, its core insights were worthwhile, and also played an important part in Robertson’s more eclectic account of the cycle. The latter, however, yielded activist policy prescriptions of a sort that were discredited in the postwar period. Whether these now need re-examination, or whether a low-inflation regime, in which the authorities stand ready to resort to vigorous monetary expansion in the aftermath of asset market problems, is adequate to maintain economic stability is still an open question. Boris Begović The Deficit Myth: Modern University of Belgrade, School of Law, Serbia Monetary Theory and [email protected] How to Build a Better Economy by Stephanie Kelton John Murray Publishers, 2020. According to the title, this book is about a theory (a monetary one) and about a policy proposal (improvement of resource allocation and speeding up economic growth, with perhaps some redistribution). According to Stephane Kelton, the author of the book, it is about widespread myths and the way that these myths can be overcome. It is Modern Monetary Theory (MMT), humbly referred to as a Copernican revolution by the au- thor, that will dispel all these myths. Just for the record, these myths are conventional wisdoms, insights accepted by most academic economists worldwide, all mainstream economists, and virtually all decision-makers, wither elected representatives or civil servants in the central banks and ministries of finance. So, all of them are wrong and MMT and its representatives are right. Nonetheless, being in the minority, or rather alone, does not necessarily mean that you are wrong. The majority opinion is not necessarily right only because it is held by the majority. After all, Nicolaus Copernicus was (almost) alone when he made the scientific revolution. So, it is necessary to consider the insights of the MMT, the argu- ments that those insights are based on, and the evidence that supports them to see whether that theory is superior in explaining reality. At the end of the day, the purpose of economic theory is to explain reality, to identify causality relations, and to enable us to understand why people behave the way they do. -

ALFRED MARSHALL ON BIG BUSINESS Jaques Kerstenetzky1 This paper is about the way Alfred Marshall, the champion of the family-owned and -managed firm, approached the phenomenon which Alfred Chandler considered as the emergence of a new kind of capitalism and enterprise, characterized by the presence of corporations.2 The examination of the theme involves history and theory. And, following Marshall’s judgment that history is not a purely inductive practice, nor is theory a purely deductive one, it is an opportunity for reflecting on the historical and institutional content of Marshall’s perusal of firm's nature, size, organization and coordination. The task includes the identification of some connections among the work of the two Alfreds. The theme inevitably refers to the classical issue of the dilemma of increasing returns and competition. The dilemma will be presented as the theoretical context and will work as a unifying thread through the paper. The paper is organized in two parts. The first part is an introduction to the Marshallian approach on business organization issues. It shall place Marshall’s work into historical context, and characterize Marshall’s work in a way which is different from how he is read and was incorporated into economic theory by mainstream economics. The second part specifically approaches Industry and Trade, the book in which Marshall discussed business organization in depth.3 1. Lima1 The present treatise is an attempt to present a modern version of old doctrines with the aid of the new work, and with reference to the new problems, of our own age (Marshall, 1890, Preface to the First Edition). 1. Introduction Many people are convinced that the contemporaneous mainstream economics is not qualified to explaining what is going on, to tame financial markets, to avoid crises and to provide a concrete solution to the poor and deteriorating situation of a large portion of the world population. Many economists, students, newspapers and informed people are asking for and expecting a new economics, a real world economic science. “The Keynes- inspired building-blocks are there. But it is admittedly a long way to go before the whole construction is in place. But the sooner we are intellectually honest and ready to admit that modern neoclassical macroeconomics and its microfoundationalist programme has come to way’s end – the sooner we can redirect our aspirations to more fruitful endeavours” (Syll, 2014, p. 28). Accordingly, this paper demonstrates that current mainstream monetarist economics cannot be science and proposes new approaches to economic theory and econometric method that after replication and enhancement may be a starting point for the creation of the real world economic theory. -

A spate of old tax cuts and spending programs were due to expire almost simultaneously, and Congress couldn’t agree on a budget, nor on how much the government could borrow to keep its engines running. Cue the predictable partisan chaos: House Republicans were staunchly opposed to raising the debt ceiling without corresponding cuts to spending, and Democrats, while plenty weary of running up debt, too, wouldn’t sign on to the Republicans’ proposed austerity. In the absence of political consensus, and with time running out, a curious solution bubbled up from the depths of the economic blogosphere. What if the Treasury minted a $1 trillion coin, deposited it in the government’s account at the Federal Reserve, and continued on with business as usual? The workaround was technically authorized by an obscure law that applies to commemorative platinum coins, and it didn’t require congressional approval, so the GOP couldn’t get in the way. -

How the Rational Expectations Revolution Has Changed Macroeconomic Policy Research by John B. Taylor STANFORD UNIVERSITY Revised Draft: February 29, 2000 Written versions of lecture presented at the 12th World Congress of the International Economic Association, Buenos Aires, Argentina, August 24, 1999. I am grateful to Jacques Dreze for helpful comments on an earlier draft. The rational expectations hypothesis is by far the most common expectations assumption used in macroeconomic research today. This hypothesis, which simply states that people's expectations are the same as the forecasts of the model being used to describe those people, was first put forth and used in models of competitive product markets by John Muth in the 1960s. But it was not until the early 1970s that Robert Lucas (1972, 1976) incorporated the rational expectations assumption into macroeconomics and showed how to make it operational mathematically. The “rational expectations revolution” is now as old as the Keynesian revolution was when Robert Lucas first brought rational expectations to macroeconomics. This rational expectations revolution has led to many different schools of macroeconomic research. The new classical economics school, the real business cycle school, the new Keynesian economics school, the new political macroeconomics school, and more recently the new neoclassical synthesis (Goodfriend and King (1997)) can all be traced to the introduction of rational expectations into macroeconomics in the early 1970s (see the discussion by Snowden and Vane (1999), pp. 30-50). In this lecture, which is part of the theme on "The Current State of Macroeconomics" at the 12th World Congress of the International Economic Association, I address a question that I am frequently asked by students and by "non-macroeconomist" colleagues, and that I suspect may be on many people's minds. -

We first discuss methodological issues distinguishing our approach from others: New Monetarism has something in common with Old Monetarism, but there are also important differences; it has little in common with Keynesianism. We describe the principles of these schools and contrast them with our approach. To show how it works, in practice, we build a benchmark New Monetarist model, and use it to study several issues, including the cost of inflation, liquidity and asset trading. Das Maynard Keynes Problem: Rethinking Rationality Ailian Gan Abstract As with Adam Smith in Das Adam Smith Problem, critics have observed that, across the large body of work produced in John Maynard Keynes’s lifetime, Keynes displays a shifting or even inconsistent view of rationality. In the Treatise on Probability, Keynes argues that economic actors use all available information to make rational decisions. In The General Theory, however, Keynes argues that people are irrational and are highly susceptible to psychological forces. This paper seeks to reconcile both views by arguing that, if one allows economic actors to display a range of rationality, Keynes’s work is wholly consistent. I. Introduction For any great intellectual who produces an enormous body of work, tracing his philosophical foundations and precise intentions is a valuable but daunting task. For Adam Smith, critics were intrigued by the transformations and inconsistencies in arguments of his two most prominent works. In The Theory of Moral Sentiments, Smith was an advocate of sympathy for our fellow human being. In The Wealth of Nations, however, he became a strong advocate of self-interest, arguing that it was the primary motive behind economic behavior and the driving force of the economy. This selfless/selfish mismatch has led many economists following in Smith’s footsteps to question which stance he truly intended and whether the two can be reconciled. Either reading of his intentions can lead to vastly different interpretations of his theories and his legacy. Such was the nature of das Adam Smith problem. For John Maynard Keynes, interpreters of his work face a similar problem. -

July 2012 Three Dimensions of Classical Utilitarian Economic Thought ––Bentham, J.S. Mill, and Sidgwick–– Daisuke Nakai∗ 1. Utilitarianism in the History of Economic Ideas Utilitarianism is a many-sided conception, in which we can discern various aspects: hedonistic, consequentialistic, aggregation or maximization-oriented, and so forth.1 While we see its impact in several academic fields, such as ethics, economics, and political philosophy, it is often dragged out as a problematic or negative idea. Aside from its essential and imperative nature, one reason might be in the fact that utilitarianism has been only vaguely understood, and has been given different roles, “on the one hand as a theory of personal morality, and on the other as a theory of public choice, or of the criteria applicable to public policy” (Sen and Williams 1982, 1-2). In this context, if we turn our eyes on economics, we can find intimate but subtle connections with utilitarian ideas. In 1938, Samuelson described the formulation of utility analysis in economic theory since Jevons, Menger, and Walras, and the controversies following upon it, as follows: First, there has been a steady tendency toward the removal of moral, utilitarian, welfare connotations from the concept. Secondly, there has been a progressive movement toward the rejection of hedonistic, introspective, psychological elements. These tendencies are evidenced by the names suggested to replace utility and satisfaction––ophélimité, desirability, wantability, etc. (Samuelson 1938) Thus, Samuelson felt the need of “squeezing out of the utility analysis its empirical implications”. In any case, it is somewhat unusual for economists to regard themselves as utilitarians, even if their theories are relying on utility analysis. -

ABSTRACT Markets or market-like mechanisms are playing an increasing role in higher education, with visible consequences both for the regulation of higher education systems as a whole, as well as for the governance mechanisms of individual institutions. This article traces the history of economists’ views on the role of education, from Adam Smith, John Stuart Mill, Alfred Marshall, and Milton Friedman, to present-day debates about the relevance of market economies to higher education policy. Recent developments in higher education policy reflect both the rising strength of market mechanisms in higher education worldwide, and a certain ambivalence about these developments. The author argues that despite the peculiarities of the higher education sector, economic theory can be a very useful tool for the analysis of the current state of higher education systems and recent trends in higher education policy. Modern Monetary Theory: Cautionary Tales from Latin America Sebastian Edwards* Economics Working Paper 19106 HOOVER INSTITUTION 434 GALVEZ MALL STANFORD UNIVERSITY STANFORD, CA 94305-6010 April 25, 2019 According to Modern Monetary Theory (MMT) it is possible to use expansive monetary policy – money creation by the central bank (i.e. the Federal Reserve) – to finance large fiscal deficits that will ensure full employment and good jobs for everyone, through a “jobs guarantee” program. In this paper I analyze some of Latin America’s historical episodes with MMT-type policies (Chile, Peru. Argentina, and Venezuela). The analysis uses the framework developed by Dornbusch and Edwards (1990, 1991) for studying macroeconomic populism. The four experiments studied in this paper ended up badly, with runaway inflation, huge currency devaluations, and precipitous real wage declines.
