Ⅲ MODELING THE WORLD If mathematics is the Queen of Sciences, as the great mathematician Karl Friedrich Gauss christened it in the nineteenth century, then physics is king. From the mid-seventeenth century to the end of the nineteenth, Newton’s Law of Gravitation, his three Laws of Motion, and his differential calculus described with apparent perfection the mechanical motion of objects in our world and the solar system. In 1864, two hundred years after Newton, the Scottish physicist James Clerk Maxwell formulated the compact and elegant differential equations that described with similarly astounding precision the propa- gation of light, X-rays, and radio waves. Maxwell’s equations showed that electricity and magnetism, formerly separate phenomena, were part of the same unified electromagnetic field. We cannot simply look at the world around us and deduce Newton’s Laws or Maxwell’s equations. Data on its own does not speak. These equations were triumphs of the mind, abstracted from the world in 1 cintro_derman.qxd 7/21/04 12:14 PM Page 2 Ⅵ 2 Ⅵ MY LIFE AS A QUANT some miraculous confluence of hard thinking and deep intuition.Their success confirmed that pure thought and beautiful mathematics have the power to discover the most profound laws of the universe. At the start of the twentieth century, the pace accelerated. Einstein, pondering the conflicts between the Newtonian and Maxwellian views of the world, proposed his Theory of Special Relativity that amended Newton’s mechanics and made them consistent with Maxwell’s equa- tions. Fifteen years later Einstein trumped Newton again with his pro- posal of the General Theory; it corrected the Law of Gravitation and described gravity as a large-scale wave in space and time. At almost the same time, Bohr, Schrödinger, and Heisenberg, with help from the ever- prodigious Einstein, developed the quantum mechanical theory of the small-scale behavior of molecules, atoms, and subatomic particles.

Quantitative methods have become fundamental tools in the analysis and planning of financial operations. There are many reasons for this development: the emergence of a whole range of new and complex financial instruments, innovations in securitization, the increased globalization of the financial markets, the proliferation of information technology, and so on. In this class, we develop financial models and computational methods to solve pricing, hedging, and portfolio optimization problems that appear every day in financial markets. The emphasis is on a practical approach: we apply models and methods in a hands-on fashion to real problems, and simultaneously highlight their limitations in real situations. We develop techniques to price a wide array of equity derivatives, including path-dependent options and multi-asset options. We explore the related problems of hedging and risk management, and we address issues that arise in short and long term portfolio optimization. We construct models for the evolution of interest rates, to allow for the pricing and hedging of interest rate derivatives.

[email protected] Abstract At the center of most efforts in quantitative finance is an asset price model. We address the questions: Where do models come from? What do you want from a model? How do you validate a model? What can you do with a model, once accepted? This subject has had, of course, a long and controversial history, dating back over 40 years. Here we want to emphasize recent data-based approaches, part of what has become a new interdisciplinary field, now known as “econophysics”. Indeed, it’s a bold and fascinating notion, given the diversity of markets, time periods, sampling frequency, etc., that there may be some intrinsic (even universal!) properties of financial data that can in turn be captured by suitable statistical models,. Once fixed, a model can be used to create an artificial “simworld” wherein financial strategies can be tested, derivative models priced, etc. Here there are both top- down and bottom-up approaches, the latter an attempt to “explain” the model, in much the same way as atomic structure can explain macro-observables in physics. In either case, given that the model posits that prices are somehow made out of noise, then noise can be used to create (artificial) prices via simulation, if we can create noise.
