Implications, Caveats, and Future Research Questions 170 notes 185 bibliography 211 index 229 chapter 1 Theoretical Contentions and Analytical Approaches The debate over the effects of trade liberalization and foreign direct investment (FDI), or economic “globalization,”on environmental protection has generated intense scrutiny from environmentalists, policymakers, and academics alike. On the one hand, many economists and globalization proponents contend that the economic gains captured from free trade and FDI offset environmental damage by increasing host-country wealth. In their view, increased wealth em- powers citizens and enables higher levels of domestic investment in environ- mental protection.1 On the other hand, environmentalists and trade critics ar- gue that a reduction of trade barriers and an increase in FDI should increase environmental pollution, especially in less-developed countries (LDCs) that lack the willingness or capacity to maintain stringent environmental regula- tion.2 They argue that in order to remain competitive in a global environment, developing-country governments have incentive to reduce environmental reg- ulatory standards to attract increased levels of foreign investment and maintain competitiveness in export markets. This process generates a “race to the bot- tom” (RTB) among political jurisdictions competing for investment and low- cost export production. Investors motivated by cost savings seek out these “pol- lution havens” (PH) to establish production operations, creating a vicious circle of diminishing regulation and increasing pollution. China is a key front in this debate. Yet, analysts have generated surprisingly little empirical evidence from China to inform it. It’s even more surprising given China’s phenomenal economic growth, its increasing integration into the global economy, and its ability to affect both the global ecology and global en- 2/greening china vironmental negotiations.3 This project seeks to ‹ll this lacuna through an ex- tensive, multimethod empirical examination of the effects of increasing trade and investment on the Chinese environment. Our results challenge both the pollution-haven and the race-to-the-bottom hypotheses. We ‹nd that foreign ‹rms do not seek out pollution havens in China. Nor do Chinese provinces lower environmental standards to attract for- eign investment. We ‹nd that trade can actually increase the ‹nancial incen- tives of export-oriented ‹rms to self-regulate environmental performance to developed-world regulatory standards in the mode of the California Effect.4 Further, we ‹nd that FDI from the developed world conveys superior regula- tory standards from parent company to subsidiary and facilitates the interna- tional diffusion and spillover of environmentally cleaner technology.5 Ulti- mately, we expect increasing trade and investment to lead to an overall improvement in Chinese environmental health. However, as our book elabo- rates, it matters whom the trade is with, and where the FDI originates. The fol- lowing sections provide an overview of our project and detail our key theoret- ical contentions. background and overview of the project Unfortunately, China’s remarkable economic growth in recent decades has been accompanied by considerable environmental externalities. China is cur- rently experiencing environmental degradation on a monumental scale. Indus- trial, agricultural, and municipal pollution is at or exceeding catastrophic levels for much of the Chinese population. In its rush toward economic moderniza- tion, China absorbed the products and processes that fueled similar industrial- izations in the United States and Europe, but in a world more vulnerable to their costs. The costs, both ‹nancial and human, have been high. Recent reports from China’s State Environmental Protection Administration (SEPA) claim that environmental pollution costs the Chinese economy approximately 10 per- cent of annual gross domestic product (GDP), though some estimates measure the actual cost, in terms of human life and livelihood, to be much higher.6 Environmental pollution is manifested in different forms, with the most se- rious threats arising from industrial, agricultural, and municipal air and water pollution. These threats are both local and global in nature. According to the Netherlands Environmental Assessment Agency, China is the largest overall emitter of greenhouse gases in the world and emits roughly twice the amount of sulfur dioxide and particulate matter as does the United States.7 This has se- Theoretical Contentions and Analytical Approaches /3 rious health consequences for Chinese people, but the problem ›oats well be- yond China’s borders. With the right wind directions, air pollution can easily blow across international boundaries and into the atmosphere, driving up global temperatures, fueling acid rain, and affecting the respiratory health of people everywhere. Putrid water undermines the health and prosperity of the Chinese and those downstream that rely on Chinese rivers for drinking and ‹shing. For Chi- nese people, water pollution is catastrophic, as China supports a ‹fth of the world population with access to only 7 percent of the global water supply. Some 90 percent of Chinese cities and 75 percent of Chinese lakes suffer from some degree of water contamination from ef›uent discharge. As an example,

It begins by observing that fears that economic competition would lead to a regulatory “race to the bottom” have proven unwarranted: increased economic integration has proven compatible with the general strengthening of environmental standards. The paper then explains why economic interdependence has not led sub-national, national and regional governments to compete by lowering their environmental standards. The third section examines the ways in which economic integration has contributed to the strengthening of regulatory standards. The final two sections explore the shortcomings of existing mechanisms of global environmental governance and specify the circumstances under which regulatory coordination can promote more effective environmental governance. According to the pollution-haven hypothesis, international trade is a key channel through which richer countries can geographically dissociate consumption from production of goods. We examine whether and how trade liberalization via preferential trade agreements (PTAs) facilitates the shifting of consumption-based environmental burdens from developed countries (via imports) to poorer countries (via exports). Based on panel data analysis of 183 countries from 1987 to 2013 we find partial evidence for trade-induced environmental burden shifting. While we observe an increase in footprint exports from low-income countries when these countries liberalize trade, this is not matched by an increase in footprint imports of high-income countries. Our results also show that environmental clauses in PTAs and participation in international environmental agreements do not influence the relationship between trade liberalization and ecological footprint movements. However, domestic institutions have a significant effect on the trade-induced distribution of environmental burdens. These findings suggest that PTAs as a policy tool for trade liberalization are, per se, unlikely to induce exploitation of low-income countries' natural capital by wealthier nations. However, they suggest that political incentives inherent to democratic institutions encourage environmental burden shifting.

Trading Up: U.S. Trade and Investment Policy INTRODUCTION The United States depends far more on the global economy than it did two decades ago, and international trade and foreign investment are increasingly vital to U.S. prosperity. Yet on most measures of trade and investment performance, the United States remains in the middle of the pack among advanced economies, though with some recent signs of progress. The United States is among the more open economies in the world, the world’s biggest importer of foreign goods, and the largest overseas investor. But the United States still does not export as much as would be expected, given the size of its economy and the mix of goods and ser- vices it produces. Its share of global exports has fallen more sharply than that of most other advanced countries over the past decade in the face of competition from emerging markets such as China. The United States is in the middle of advanced economies in attracting foreign investment as a percentage of gross domestic product, and has also lost ground in this area over the past decade. Where it is most competitive—in ser- vices—is also where trade obstacles are largest. The Obama administration has explicitly tried to tackle some of these shortfalls and challenges, but has had only mixed results to date. For free traders, this word represents the consummate evil. For environmentalists, it is the ultimate good. Of course, for the trade com- P munity, “protection” conjures up dark images of Smoot and Hawley, while the environmental camp sees clear mountain streams, lush green forests, and piercing blue skies. One cannot blame all of the tensions at the trade-environment interface on linguistic differences, but these competing perspectives are emblem- atic of a deep clash of cultures, theories, and assumptions. Trade officials often seek to limit efforts to link trade and environmental policy-making, and sometimes to prohibit such efforts altogether. In this regard, the narrow focus and modest efforts of the World Trade Organization’s Committee on Trade and Environment are illustrative.1 The launch of negotiations for a Free Trade Area of the Americas with an express decision to exclude environmental issues from the agenda provides an even starker example of the trade community’s hostility toward serious environmental engagement. Economists have been prom- inent among those arguing that pollution control and natural resource manage- ment issues are best kept out of the trade policy-making process (Cooper, 1994; Bhagwati, 1999). Trade has some of its effects through the channel of accelerating economic growth, because trade contributes to growth analogously to investment, technological progress, and so on. Although growth is bad for air and water pollution at the initial stages of industrialization, later on it reduces pollution as countries become rich enough to pay to clean up their environments. The report Environmental Effects of International Trade considers whether globalisation has damaged environmen- tal goals. Empirical studies of cross-country data generally find no detrimental effects of trade on some measures of environmental degradation such as local SO2 (sulphur di- oxide) air pollution, controlling for income. The evidence does suggest that trade and growth can exacerbate other measures of environmental degradation, however, particu- larly CO2 emissions (carbon dioxide).

Introduction When the Uruguay Round was successfully closed in 1994, and the General Agreement on Tariffs and Trade (GATT) metamorphosed into the World Trade Organization (WTO), the despondency that had characterized the protracted multilateral trade negotiations (MTN) was replaced by euphoria. The GATT had been an “agreement” on tariff reduction with an improvised set of rules governing goods trade rather than the International Trade Organization (ITO) that many had sought as the third pillar of the international economic superstructure following the Second World War. While the International Monetary Fund and the World Bank, the other two pillars of this superstructure, had emerged with sparkling colors out of the Bretton Woods conference, the ITO did not do so well. The Havana Charter creating the ITO was signed in March 1948 but it was never ratified by the United States Congress and was, thus, stillborn. On January 1, 1995, the WTO finally emerged as that missing institution. A key function of the WTO is the implementation of existing agreements among member countries.

    A First Step to Revive the Rules- Based Trading System Kimberly Ann Elliott Abstract Though it has been struggling with challenges for some time, current nationalist and populist tendencies around the world pose a far more serious threat to the World Trade Organization than anything previously seen. The revival of the rules-based trading system will not happen without a renewed American commitment to multilateralism, but the United States cannot do it alone. Developing countries gain most from this system and should take the lead in a new negotiation to reinforce core WTO principles, including transparency, predictability and nondiscrimination. The principal objective of the proposed negotiating agenda would be confidence building, not market access, and it should be embraced by all WTO members. While modest in its economic effects, an agenda building on the Trade Facilitation Agreement—without special and differential treatment for developing countries—could be a first step along the road to more fundamental reforms. A central question is whether globalization helps or hurts in achieving the best tradeoff between environmental and economic goals. Do international trade and investment allow countries to achieve more economic growth for any given level of environmental quality? Or do they damage environmental quality for any given rate of economic growth? Globalization is a complex trend, encompassing many forces and many effects. It would be surprising if all of them were always unfavorable to the environment, or all of them favorable. The highest priority should be to determine ways in which globalization can be successfully harnessed to promote protection of the environment, along with other shared objectives, as opposed to degradation of the environment.
