Primiceri, and Andrea Tambalotti Federal Reserve Bank of New York Staff Reports, no. 322 March 2008 JEL classification: C11, E22, E30 Abstract Shocks to the marginal efficiency of investment are the most important drivers of business cycle fluctuations in U.S. output and hours. Moreover, like a textbook demand shock, these disturbances drive prices higher in expansions. We reach these conclusions by estimating a dynamic stochastic general equilibrium (DSGE) model with several shocks and frictions. We also find that neutral technology shocks are not negligible, but their share in the variance of output is only around 25 percent and even lower for hours. Labor supply shocks explain a large fraction of the variation of hours at very low frequencies, but not over the business cycle. Finally, we show that imperfect competition and, to a lesser extent, technological frictions are the key to the transmission of investment shocks in the model. Deflation: a business perspective Prepared by the Corporate Economists Advisory Group Introduction Early in 2003, ICC's Corporate Economists Advisory Group discussed the risk of deflation in some of the world's major economies, and possible consequences for business. The fear was that historically low levels of inflation and faltering economic growth could lead to deflation - a persistent decline in the general level of prices - which in turn could trigger economic depression, with widespread company and bank failures, a collapse in world trade, mass unemployment and years of shrinking economic activity. While the risk of deflation is now remote in most countries - given the increasingly unambiguous signs of global economic recovery - its potential costs are very high and would directly affect companies. This issues paper was developed to help companies better understand the phenomenon of deflation, and to give them practical guidance on possible measures to take if and when the threat of deflation turns into reality on a future occasion. What is deflation? Deflation is defined as a sustained fall in an aggregate measure of prices (such as the consumer price index). By this definition, changes in prices in one economic sector or falling prices over short periods (e.g., one or two quarters) do not qualify as deflation. Dec lining prices can be driven by an increase in supply due to technological innovation and rapid productivity gains. These supply-induced shocks are usually not problematic and can even be accompanied by robust growth, as experienced by China. A fall in prices led by a drop in demand - due to a severe economic cycle, tight economic policies or a demand-side shock - or by persistent excess capacity can be much more harmful, and is more likely to lead to persistent deflation. -

Research & Policy Briefs From the World Bank Malaysia Hub No. 47 May 24, 2021 Demand and Supply Dynamics in East Asia during the COVID-19 Recession Ergys Islamaj, Franz Ulrich Ruch, and Eka Vashakmadze The COVID-19 pandemic has devastated lives and damaged economies, requiring strong and decisive policy responses from governments. Developing Public Disclosure Authorized the optimal short-term and long-term policy response to the pandemic requires understanding the demand and supply factors that drive economic growth. The appropriate policy response will depend on the size and duration of demand and supply shocks. This Research & Policy Brief provides a decomposition of demand and supply dynamics at the macroeconomic level for the large developing economies of East Asia. The findings suggest that both demand and supply shocks were important drivers of output fluctuations during the first year of the pandemic. The demand shocks created an environment of deficient demand—reflected in large negative output gaps even after the unprecedented policy response—which is expected to last through 2021. The extant deficient demand is suggestive of continued need to support the economic recovery. Its size should guide policy makers in calibrating responses to ensure that recovery is entrenched, and that short-term supply disruptions do not lead to long-term declines in potential growth. We find that the neoclassical model does not rationalize the positive comovement of consumption and investment observed in recessions associated with an epidemic. Intro- ducing monopolistic competition into the neoclassical model remedies this shortcoming even when prices are completely flexible. Finally, sticky prices lead to a larger recession but do not fundamentally alter the predictions of the monopolistic competition model. Paul Sheard, M-RCBG Senior Fellow, Harvard Kennedy School ([email protected]) What Is It? MMT is an approach to understanding/analyzing monetary and fiscal operations, and their economic and economic policy implications, that focuses on the fact that governments create money when they run a budget deficit (so they do not have to borrow in order to spend and cannot “run out” of money) and that pays close attention to the balance sheet mechanics of monetary and fiscal operations. Can It Help? Yes, because at a time in which the developed world appears to be “running out” of conventional monetary and fiscal policy ammunition, MMT casts a more optimistic and less constraining light on the ability of governments to stimulate aggregate demand and prevent deflation. Adopting an MMT lens, rather than being blinkered by the current conceptual and institutional orthodoxy, provides a much easier segue into the coordination of monetary and fiscal policy responses that will be needed in the next major economic downturn. Some context and background: - The current macroeconomic policy framework is based on a clear distinction between monetary and fiscal policy and assigns the primary role for “macroeconomic stabilization” (full employment and price stability and latterly usually financial stability) to an independent, technocratic central bank, which uses a “flexible inflation-targeting” framework. - Ten years after the Global Financial Crisis and Great Recession, major central banks are far from having been able to re-stock their monetary policy “ammunition,” government debt levels are high, and there is much hand- wringing about central banks being “the only game in town” and concern about how, from this starting point, central banks and fiscal authorities will be able to cope with another serious downturn. -

Inflationary Expectations and the Costs of Disinflation: A Case for Costless Disinflation in Turkey? $0,,993 -44 : Abstract: This paper explores the output costs of a credible disinflationary program in Turkey. It is shown that a necessary condition for a costless disinflationary path is that the weight attached to future inflation in the formation of inflationary expectations exceeds 50 percent. Using quarterly data from 1980 - 2000, the estimate of the weight attached to future inflation is found to be consistent with a costless disinflation path. The paper also uses structural Vector Autoregressions (VAR) to explore the implications of stabilizing aggregate demand. The results of the structural VAR corroborate minimum output losses associated with disinflation. 1. INTRODUCTION Inflationary expectations and aggregate demand pressure are two important variables that influence inflation. It is recognized that reducing inflation through contractionary demand policies can involve significant reductions in output and employment relative to potential output. The empirical macroeconomics literature is replete with estimates of the so- called “sacrifice ratio,” the percentage cumulative loss of output due to a 1 percent reduction in inflation. It is well known that inflationary expectations play a significant role in any disinflation program. If inflationary expectations are adaptive (backward-looking), wage contracts would be set accordingly. If inflation drops unexpectedly, real wages rise increasing employment costs for employers. Employers would then cut back employment and production disrupting economic activity. If expectations are formed rationally (forward- 1 2 looking), any momentum in inflation must be due to the underlying macroeconomic policies. Sargent (1982) contends that the seeming inflation- output trade-off disappears when one adopts the rational expectations framework. -

Wolf MIT & NBER MIT & NBER September 17, 2021 Abstract: We argue that recoveries from demand-driven recessions with ex- penditure cuts concentrated in services or non-durables will tend to be weaker than recoveries from recessions more biased towards durables. Intuitively, the smaller the bias towards more durable goods, the less the recovery is buffeted by pent-up demand. We show that, in a standard multi-sector business-cycle model, this prediction holds if and only if, following an aggregate demand shock to all categories of spending (e.g., a monetary shock), expenditure on more durable goods reverts back faster. This testable condition receives ample support in U.S. data. We then use (i) a semi-structural shift-share and (ii) a structural model to quantify this effect of varying demand composition on recovery dynamics, and find it to be large. Please do not cite without permission. 1 Abstract This paper surveys the key failures that ignited the major peacetime financial panics in the United States, beginning with the Panic of 1819 and ending with the Panic of 2008. In a few cases panics were triggered by the failure of a single firm, but typically panics resulted from a cluster of failures. In every case “shadow banks” were the source of the panic or a prominent member of the cluster. The firms that failed had excellent reputations prior to their failure. But they had made long-term investments concentrated in one sector of the economy, and financed those investments with short-term liabilities. Real estate, canals and railroads (real estate at one remove), mining, and cotton were the major problems. The panic of 2008, at least in these ways, was a repetition of earlier panics in the United States. 2 “Such accidental events are of the most various nature: a bad harvest, an apprehension of foreign invasion, the sudden failure of a great firm which everybody trusted, and many other similar events, have all caused a sudden demand for cash” (Walter Bagehot 1924 [1873], 118). 1. We run a horse race between the term spread – the most widely used indicator in the literature – and a range of financial cycle measures. Unlike most papers, ours assesses forecasting performance not just for the United States but also for a panel of advanced and emerging market economies. We find that financial cycle measures have significant forecasting power both in and out of sample, even for a three-year horizon. Moreover, they outperform the term spread in nearly all specifications. -

February 2011 “Inflation that is ‘too low’ can be problematic, as the Japanese experience has shown.” —James Bullard, President and CEO, Federal Reserve Bank of St. Louis, August 19, 2010 The Federal Open Market Committee (FOMC), the Federal Reserve’s policy-setting committee, took further steps in early November 2010 to attempt to alleviate economic strains from a high unemployment rate and falling inflation rates. 1 While it is clear that a high unemployment rate and rapidly increasing prices (inflation) are undesirable for economies, it is less obvious why decreasing prices (deflation) can also restrain economic growth. At its November meeting, the FOMC discussed the potential of further slow growth in prices (disinflation). That month, the price level, as measured by the Consumer Price Index (CPI) , was 1 percent higher than it was the previous November. 2 However, less than a year earlier, in December 2009, the year-to-year change was 2.8 percent. While both rates are positive and indicate inflation, the downward trend indicates disinflation. Economists worry about disinfla - tion when the inflation rate is extremely low because it can potentially lead to deflation, a phenomenon that may be difficult for central bankers to combat and can have various negative implications on an economy. While the idea of lower prices may sound attractive, deflation is a real concern for several reasons. Deflation dis - cour ages spending and investment because consumers, expecting prices to fall further, delay purchases, preferring instead to save and wait for even lower prices.
