DEPARTMENT OF ECONOMICS Uppsala University Master’s Thesis Author: Marcus Vilbern Tutor: Bengt Assarsson Spring 2008 The Momentum Effect: Evidence from the Swedish stock market Abstract This thesis investigates the profitability of the momentum strategy in the Swedish stock market. The momentum strategy is an investment strategy where past winners are bought and past losers are sold short. In this paper Swedish stocks are analyzed during the period 1999 – 2007 with the approach first used by Jegadeesh and Titman (1993). The results indicate that momentum investing is profitable on the Swedish market. The main contribution to the profits is derived from investing in winners while the losers in most cases do not contribute at all to total profits. The profits remain after correcting for transaction costs for longer termed strategies while they diminish for the shorter termed ones. Compared to the market index, buying past winners yield an excess return while short selling of losers tend to make index investing more profitable. The analysis also shows that momentum can not be explained by the systematic risk of the individual stocks. The evidence in support of a momentum effect presented in this thesis also implies that predictable price patterns can be used to make excess returns; this contradicts the efficient market hypothesis. The data used in this research includes 212 observations between January 1996 and August 2014. I apply statistical summary analysis, decomposition technique, dummy variable estimation, and binary logistic regression to check for the monthly market anomalies. The multidimensional methods used in this article suggest weak evidence against the efficient market hypothesis on monthly returns. While some months tend to show abnormal returns, there is no absolute unanimity in the applied approaches. Zhang Nottingham University Business School, China [email protected] Our simple new test for the Sell in May effect shows it not only defies stock market efficiency but also challenges the existence of a positive risk return trade off. When we examine the effect using all historical data for all stock market indices worldwide, we only find evidence of a significant positive ‘risk return’-trade-off during summer (May-October) in Mauritius. Pooling all country data we find excess returns during summer are significantly negative (-1.2% based on 33,348 monthly returns). Introduction Since 2002 when Bouman and Jacobsen published their study on the Halloween Indicator, also known as the ‘Sell in May and go away’ effect, in the American Economic Review their study has stirred a fierce debate both in the academic literature and the popular press. Bouman and Jacobsen (2002) find that returns during winter (November through April) are significantly higher than during summer (May-October) in 36 out of the 37 countries in their study. As it was a new market efficiency anomaly they called it: ‘another puzzle’ One purpose of this paper is to rigorously re-examine the Halloween or Sell in May puzzle and address issues raised in the debate on data mining, sample selection bias, statistical problems, outliers and economic significance.1 More importantly, we also add a simple new test for this market wisdom. -
