Minton here is considerable interest in determining whether monetary policy actions taken by the Federal Reserve under Chairman Alan Greenspan T can be summarized by a Taylor rule. The original Taylor rule relates the federal funds rate target to two economic variables: lagged inflation and the output gap, with the actual federal funds rate completely adjusting to the target in each period (Taylor 1993).1 The later assumption of complete adjustment has often been interpreted as indicating the policy rule is “non-inertial,” or the Federal Reserve does not smooth interest rates. Inflation in the original Taylor rule is measured by the behavior of the GDP deflator and the output gap is the deviation of the log of real output from a linear trend. Taylor (1993) shows that from 1987 to 1992 policy actions did not differ significantly from prescriptions of this simple rule. Hence, according to the original Taylor rule, the Federal Reserve, at least during the early part of the Greenspan era, was backward looking, focused on headline inflation, and followed a non-inertial policy rule. Recent research, however, suggests a different picture of the Federal Re- serve under Chairman Greenspan. English, Nelson, and Sack (2002) present evidence that indicates policy actions during the Greenspan period are better explained by an “inertial” Taylor rule reflecting the presence of interest rate smoothing.2 Blinder and Reis (2005) state that the Greenspan Fed focused on We would like to thank Andreas Hornstein, Robert Hetzel, Roy Webb, and Nashat Moin for their comments. -

The views expressed are those of the author and do not necessarily reflect those of either the Bank of England or the Monetary Policy Committee. 1 All speeches are available online at www.bankofengland.co.uk/publications/Pages/speeches/default.aspx Summary Charles Bean, the Bank of England’s Deputy Governor, Monetary Policy, was invited to deliver the Schumpeter lecture at the Annual Congress of the European Economic Association. The Great Moderation, the Great Panic and the Great Contraction, looks back at the causes of the financial crisis and subsequent recession. He argues that much of what went wrong can be analysed using standard economic tools. The Great Moderation was a period of unusually stable macroeconomic activity in advanced economies. This was partly thanks to good luck, including the integration of emerging market countries into the global economy, and partly a dividend from structural economic changes and better policy frameworks. The longer this stability persisted, the more markets became convinced of its permanence and risk premia became extremely low. Real short and long term interest rates were also low due to a combination of loose monetary policy, particularly in the US, and strong savings rates in a number of surplus countries. Low interest rates and low apparent risk created strong incentives for financial institutions to become highly geared. -

Blinder Any theory of how nominal money affects the real economy must face up to the following conundrum: Demand or supply functions derived-whether precisely or heuristically-from basic micro principles have money, M,as an argument only in ratio to the general price level. Hence, if monetary policy is to have real effects, there must be some reason why changes in M are not followed promptly by equiproportionate changes in I.! This is the sense in which some kind of “price stickiness” is essential to virtually any story of how monetary policy works.’ Keynes (1936) offered one of the first intellectually coherent (or was it?) explanations for price stickiness by positing that money wages are sticky, and perhaps even rigid-at least in the downward direction. In that case, what Keynes called “the money supply in wage units,” M/W, moves in the same direction as nominal money, thereby stimulating the economy. In the basic Keynesian model,2 prices are not sticky relative to wages. -

The paper hypothesize that the change occurred because the Federal Open Market Committee switched from using the federal funds rate as an operating instrument to using it to implement monetary policy and presents evidence from a variety of sources supporting the hypothesis. -

He is also the author and edi- tor of numerous books. By December 2008 Lehman Brothers had entered bankruptcy, Bear Sterns had been purchased by JP Morgan Chase, AIG had been taken over by the United States government, trillions of dollars in asset wealth had evaporated and Congress had authorized $700 billion in Troubled Asset Relief Program (TARP) funds to bailout different parts of the U.S. financial system.1 A debt-deflationary- derivatives crisis had swept away what had been labeled Alan Greenspan’s “Great Moderation” and exposed the cascading weaknesses of the global financial system. What had caused the miscalculated risk-taking and undercapitalization at the core of the system? Part of the answer lies in the economic models adopted by policy makers and investment bankers and the actions they took licensed by the assumptions of these economic models. The result was a risk heavy, undercapitalized, financial system primed for crisis. The spark that ignited this unstable core lay in the pattern of lending. The amount of credit available to homeowners increased while lending standards were reduced in a myopic and ultimately counterproductive credit extension scheme. The result was a Housing Bubble that quickly turned into a derivatives boom of epic proportions. -

Consider a two-period economy that has at the beginning of period 1 a net foreign asset position of -100. In period 1, the country runs a current account deficit of 5 percent of GDP, and GDP in both periods is 120. Assume the interest rate in periods 1 and 2 is 10 percent. (a) Find the trade balance in period 1 (TB1), the current account balance in period 1 (CA1), and ∗ the country’s net foreign asset position at the beginning of period 2 (B1 ). (b) Is the country living beyond its means? To answer this question find the country’s current account balance in period 2 and the associated trade balance in period 2. Is this value for the trade balance feasible? [Hint: Keep in mind that the trade balance cannot exceed GDP.] (c) Now assume that in period 1, the country runs instead a much larger current account deficit of ∗ 10 percent of GDP.
