The influx of liquidity has caused global financial markets to continue to gyrate and the risk matrix has been influenced by high liquidity and historic low interest rates. In classical economic theory, the low interest rate environment results in lowering the cost of capital for business while the higher liquidity helps in re-inflating the economy at large. These conditions when applied in a normal operating environment help to bring economies back on track. However, currently the economic landscape has changed quite a lot in the last 3-4 months. Businesses are searching for the new normal and many are finding it very difficult to operate and sustain. However, it appears that financial markets, especially equity markets seem to be ignoring this disruption and have started looking at life beyond FY21. The biggest assumption here is that business will return to normalcy by the end of this year and central banks will not run out of resources to support financial markets. Any change in these assumptions will probably have an adverse impact on markets in the near term.

In the month of June 2020, the Indian equity market moved up by over 5%, which helped to cover its underperformance vs global equity markets since March 2020. The “V-shaped” recovery in the market after touching lows in March 2020 has puzzled a lot of people. However, the valuations at large are not showing excesses. Therefore, if the economy starts to normalize in the coming months and the liquidity in the system remains, equity markets can most probably witness further recovery.

Bond yields continued to remain range bound near their historic low levels. Markets along with low policy rates are also experiencing an unprecedented amount of bond issuances by the Government. Currently a large part of this borrowing is getting monetized by the central banks, and this is helping the bond yields to stay low. The only unanswered question at the moment is how long can central banks continue to do so and how will all of this play out without causing any disruption.

The Indian story is no different. The increased borrowing by the government due to Covid19 has disturbed the supply dynamics and the bond market is struggling to find the new equilibrium. This is because unlike the central bank globally, RBI has not officially accepted to implement the monetization of fiscal deficit. The uncertainly around this has caused the Indian bond market to worry, which resulted in some uptick in the bond yields last month.

The lockdown situation has disturbed the supply chain and impacted the input cost. The emerging geopolitical risks also continue to further complicate the supply chain. We believe that this will cause inflation to rise, as a result of which central banks will find it very difficult to hold on to the low rates in the medium term. In such a situation, bond markets may also witness change in easy liquidity policy currently adopted by the central banks. If this situation actualizes, financial markets globally would have to undergo a reset phase where yields will rise and risk assets will witness a phase of consolidation or correction. However in the near term we don’t expect the current financial order to change materially.
