A Potential Broadening Top Bearish Reversal Pattern?

The Wilshire 5000 chart shows the stock market at an interesting juncture, technically. Note a Potential Broadening Top Bearish Reversal Pattern, marked by a series of three or more successively higher peaks and two or more successively lower bottoms. A line drawn through these higher peaks and another line drawn through these lower bottoms diverge in an ever widening megaphone pattern extending to the right, forward into the future. These lines are shown in blue on the chart. The Broadening Top is a well-established that typically appears at the final speculative phase of a long Primary Bull Market. In addition, all of the dark red lines on the Wilshire 5000 chart are parallel Channel Lines. Note that the upmove of 2009-2013 is at the exact same angle, speed, or rate of change as the upmove of 2002-2007, and that the current index price is at the upper Channel Line. Chart patterns often show similarity to past chart patterns. "The thing that hath been, it is that which shall be; and that which is done is that which shall be done: and there is no new thing under the sun."-- Ecclesiastes 1:9.

The S&P 500 (SPX: 1,560.70) rose to its highest level in more than 5 years on Thursday but remained below 1,565.15, its highest close set on 10/9/2007. That old top may be providing technical resistance. The S&P 500, which has a better history of more reliable indicator signals than the Dow-Jones Industrial Average, shows a non- confirmation, bearish divergence compared to the Dow-Jones Averages.

Although most major stock price indexes remain in obvious uptrends, many daily price oscillators have been diverging bearishly, under the surface, while price indexes rose to new highs. Momentum oscillators have remained below their 2011-2012 highs and below their highs of late January. For example, RSI(14) based on the S&P 500 Index, now at 68.21, peaked at 74.46 on 1/29/13. MACD(12,26,9), now at 16.08, peaked at 17.88 on 1/29/13. Bearishly diverging momentum is a problem because momentum is a leading indicator of price.

The percentage of stocks in the S&P 500 trading above their 50-day SMAs (simple moving averages) turned down last week after failing to reach previous levels in January. This may be an early sign of developing momentum loss and trend change.

The percentage of stocks in the S&P 500 trading above their 200-day SMAs and the Bullish Percentage of stocks in the S&P 500 in Point-and-Figure Chart uptrends are near their maximum upside extremes but did not indicate any actual weakness last week.

The Number of Daily Net New Highs on the NYSE (New Highs minus New Lows) has not kept up with the stock price indexes, which rose to higher highs on Thursday. With price indexes making new price highs, the number of stocks making new price highs should be rising to higher highs to confirm broad market strength.

The Art of Contrary Thinking has been calling for questioning overwhelming bullish sentiment. Objective investor sentiment data clearly has demonstrated extremely high degrees of optimism and bullish complacency, matching or exceeding extremes at past market price tops. The pendulum of emotion tends to swing too far in one direction, but the market mood always reverts to the mean--eventually. Sentiment extremes are a leading indicator of price.

Our Colby Economic Expectations Index jumped to 65, up from 60 the previous week. Consensus estimates of future performance of the U.S. economy have declined in recent months, making it easier for the actual reports to exceed expectations when these reports are released. The recent rise in this Economic Expectations Index from a low of 24 on 10/5/12 to the high of 65 on 3/15/13 resembles the rise from September 2011 to March 2012, which was followed by a collapse to lower lows from March to October, 2012. On the plus side last week, the following were stronger than the consensus of economists expected: Retail Sales, Retail Sales ex-auto, Initial Claims, Continuing Claims, Empire Manufacturing, Industrial Production, and Capacity Utilization.

On the minus side, the following were weaker than the consensus of economists expected: Business Inventories and The University of Michigan-Thomson Reuters Consumer Sentiment Index.

Each day, we compute our Expectations Index by comparing the actual reported economic data to the consensus estimates of economists. If the actual data is better than economists' estimates, our index rises. If the actual data is worse than economists' estimates, our index falls. Changes in the trend of our Index tends to lead changes in the trend of the stock market--much of the time. At other times, considerations such as news of massive monetary easing by the Fed, political developments, fiscal cliffs, corporate sales and earnings reports and forward guidance, foreign affairs, war, natural disasters, etc. dominate investor sentiment, as they have in recent months. It is not so simple to sort out exactly which considerations might excite investors' hopes and fears the most. In the final analysis, it seems clear enough that the markets are driven more by the emotions of the investing and trading masses than by objective facts. Investors' emotions are most clearly revealed by of markets.

The University of Michigan-Thomson Reuters Consumer Sentiment Index fell to 71.8 as of 3/15/13. That was the lowest reading in 15 months, since December, 2011. It also is 18% below the 20-year average of 87.4. Now with a lower high and a lower low since November, 2012, the trend is clearly pointing down. This is significant because this Consumer Sentiment Index is a leading economic indicator that moves ahead of the economy. Who says downside risk is greater than potential reward for the U.S. stock market? U.S. economic growth would have to accelerate to “ridiculously strong levels” to justify any advance for the Standard & Poor’s 500 Index above 1,600, said Jim O’Neill, chairman of Goldman Sachs Asset Management, who recently announced that he plans to retire later this year. “In order to justify the S&P above 1,600, we’d have to see growth expectations go to something like 4 percent and beyond." [Growth could be less than half that for 2013, with U.S. government spending cuts and foreign recessions dragging down the U.S. economy.] O’Neill sees the S&P 500 trading in a range between 1,500 and 1,600, which implies that potential downside risk may be greater than potential upside reward from the current level of 1,560.70.

Fundamentally, stocks are richly valued by long-term historical standards. The S&P 500 were recently priced at 21 times average earnings for the past 10 years, which was 40% above the median of 15 times average earnings since 1900, according to Yale Finance Professor Robert Shiller. In addition, the dividend yield on the S&P 500 was only 2.4%, which was 41% below the long-term median of 4.1%.

Corporate earnings may have topped out and started to contract, after rising from lows in 2009 to highs late in 2012, according to a study by Whitney Broach. Corporate profit margins have been unusually high and may revert to the mean.

European financial crisis just took a sudden wrong turn into uncharted and risky territory. In a surprise move, a new and unprecedented mandatory wealthy "tax" on Cyprus bank deposits just announced this weekend is raising fears of panic and contagion across the Eurozone. Private analysts worry the new policy, intended to save failing Cyprus banks from collapse, amounts to effective confiscation of 9.9% of bank deposits. This desperate move could backfire on policymakers, leading to bank runs and capital flight across European borders or completely out of the Eurozone, as frightened depositors scramble to protect their assets from capricious confiscation forcibly imposed by government "authorities". This could be a very substantial blow to investor confidence in the already troubled Eurozone.

Stay safe. Thanks to decades of fiscal and monetary malpractice leading to excessive spending, speculation, and misallocation of economic resources, the global financial system has been loaded up with bad "assets" and hidden insolvency. Unelected "monetary authorities" at the Fed, the ECB, and other central banks around the world have been working overtime in concert to bailout the politically powerful, "too big to fail", special interests who own the financial establishment. Their massive money printing inevitably destroys the purchasing power of the currency over the long term, and that causes bigger problems down the road--not necessarily right away, because the unwinding of excessive debt plus excess production capacity are creating deflationary force on global economies. Longer-term, however, the risks of hyper inflation and financial collapse mushroom with reckless debasement of currencies by means of mushrooming "money" creation by central banks. The imbalances in the real global economy cannot be fixed by simply printing more and more fiat currency out of thin air.

Be prepared for Black Swan financial "accidents", including broker-dealer collapses, such as PFG Best (July, 2012), MF Global (October, 2011), and Lehman Brothers (September, 2008), both in the U.S. and abroad. If the eurozone collapses, which astute independent analysts still believe is a genuine risk, despite endless talk and promises of politicians, there could be many more collapses of broker-dealers and financial institutions, resulting in substantial losses to investors. Make sure that all your securities are held at U.S. SIPC insured brokerage firms only. Move cash to FDIC insured U.S. bank accounts or to money market funds that only hold securities fully backed by the U.S. government. This is no time to take any unnecessary risks.

Emerging Markets Stocks ETF (EEM) Relative Strength Ratio (EEM/SPY) fell below the lows of the previous 6 months on 3/15/13, again confirming a medium-term downtrend. EEM/SPY remains systematically neutral but appears to be rapidly heading toward a bearish cross of the 50-day SMA below the 200-day SMA. Price peaked at 45.34 on 1/2/13 and is systematically neutral.

Foreign Stocks ETF (EFA) Relative Strength Ratio (EFA/SPY) fell below the lows of the previous 4 months on 3/13/13, again confirming a medium-term downtrend. EFA/SPY remains systematically neutral.

The Largest Cap S&P 100/S&P 500 Relative Strength Ratio (OEF/SPY) turned systematically neutral on 3/15/13 when it crossed above its 50-day SMA. Large Caps tend to underperform Mid Caps and Small Caps in bullish general market trends as investors seek greater potential returns in more volatile, smaller stocks. On the other hand, Large Caps tend to outperform in bearish general market trends as investors seek the perceived relative stability and safety of large size.

The Small Cap Russell 2000 Index/Large Cap Relative Strength Ratio (IWM/SPY) remains systematically bullish. Price rose to a new closing price high on 3/14/13, confirming its preexisting uptrend.

The S&P Mid Cap 400/Large Cap Relative Strength Ratio (MDY/SPY) remains systematically bullish. Price rose to a new closing price high on 3/14/13, confirming its preexisting uptrend. ` Sentiment for Contrary Thinking

Investor sentiment data indicates high degrees of optimism and bullish complacency, matching extremes in September, 2012, when many stock price indexes hit a peak and reversed to the downside. Elevated levels of optimism are bearish because when the majority is extremely bullish, investors are already fully invested in the market. Once everyone who is going to buy has already bought, stocks are vulnerable to a downside shakeout.

Investor sentiment is at extremes. BofA's Bull & Bear Index shows that investors are more bullish than they were in 99% of periods since 2002. The BofA Merrill Lynch Short-term Sentiment Index has registered a sell signal.

The CFTC’s Commitments of Traders report for stock indexes showed smart professionals selling heavily to dumb speculators. Large commercial hedging firms enjoy an enormous inside informational advantage over speculators, who are usually wrong at major market turning points, according to Steve Briese, bullishreview.com. The current maximum bearish reading indicates that a major top is brewing and next move should be down big, possibly to SPX 1074.77, the low of 10/4/2011.

Large speculators held a record net-long position in futures and options contracts on the NASDAQ 100, according to the CFTC’s Commitment of Traders report. Large Speculators, which are mainly hedge funds, are trend-followers, and their aggregate position usually becomes extreme near market reversals.

Small traders just moved to their largest net-long position since the stock market highs in May, 2011, according to The Elliott Wave Financial Forecast.

Commercials hold their largest net-short position in 3.5 years, according to The Elliott Wave Financial Forecast.

SentimentTrader.com noted that 67% of the "dumb money" was bullish, compared to 29% of the "smart money". At such readings in the past, the stock market suffered a 3% to 8% downside correction spread out over a few weeks.

Put/Call Ratios signal a bearish turning point. The CBOE Equity Put/Call Ratio (which includes only options traded on individual stocks, while excluding options on indexes) fell to 53 on 1/3/13. This matched the 53 reading at the S&P 500 peak on 9/14/12, which was immediately followed by a 9% downside shakeout.

Market Vane’s Bullish Consensus survey shows extreme optimism. The percentage of stock market bulls surged to 70% recently, the highest since June 2007.

AAII Sentiment shows that individual investors are extremely bullish. As of 1/24/13, there were 52.34% bulls, 23.39% neutral, and 24.27% bears. This is the highest percentage of bulls in more than 2 years, since 1/13/11.

Investors Intelligence Sentiment confirms that stock market newsletter advisors are extremely bullish. The percentage of Bulls rose to 54.7% as of 2/6/13, while the percentage of Bears plunged to 18.8% as of 3/13/13. That was the fewest Bears since 5/11/11, in the early days of the 19% correction into the S&P 500 low of 1074.77 low on 10/4/11. Advisors are more bullish than they were at the S&P 500 high of 1,474.51 on 9/14/2012, just before a 9% downside correction into the 1343.35 low of 11/16/2012.

Hulbert Nasdaq Sentiment at record extremes. The current reading of 87.5 is the highest levels in many years. It is up from a low of -39 in November, 2012.

Corporate insiders are extremely bearish, and history shows that insiders are usually right. Insiders sold 9.20 shares for each share bought in January 2013, the most since July 2011, just before a downside shakeout. That is up from 1.54-to-1 in November 2012 and up from a 20-year average of 3.41-to-1. This data is compiled by Vickers Weekly Insider Report, published by Argus Research.

NYSE Margin Debt rose 32% over the past year to $364 billion--the highest level since year 2007, when stocks topped out and began a major bear market. Net Free Credits at -$77.2 million indicate that cash balances in margin accounts are at levels that could trigger forced selling if stock prices turn down.

Short interest in stocks listed on NYSE and Nasdaq both fell 5%, to 12.9 billion and 7.2 billion, respectively, in December. A decline in short interest means less potential demand for stocks from short covering.

Investors are all in, fully invested. The current reading of 104% long is the most bullish sentiment since the beginning of the survey in 2006 by the National Association of Active Investment Managers. This beats the previous extreme at 83%, which was recorded at the October 2007 stock market top.

The Credit Suisse Fear Barometer indicates the most bullish sentiment in its 19- year history. This indicator compares the cost of S&P 500 3-month out-of-the-money calls relative to the cost of puts.

Government money-market fund assets fell to record lows. Investors are so confident in stock market uptrend that they see little need to keep cash in highly-liquid, government-guaranteed instruments.

Investors poured a record $77.4 billion into stocks in January 2013. TrimTabs reported that this amount exceeded the previous record of $53.7 billion invested in February, 2000, very near the major top that year.

VIX Fear Index fell to 11.05 on 3/14/13, its lowest level since 2007, the year of the major top before the bear market of 2008. VIX indicates no fear and may be telling us to be careful. VIX is a market estimate of expected constant 30-day , calculated by weighting S&P 500 Index CBOE option bid/ask quotes spanning a wide range of strike prices for the two nearest expiration dates.

Bond, iShares Barclays 7-10 Year U.S. Treasury ETF (IEF) price remains systematically bearish below the 50-day SMA and 200-day SMA. IEF formed a technical base after hitting an "oversold" low at 105.56 on 2/1/13 and successfully testing that low 3 times. Various technical oscillators, such as RSI and MACD, show losses of downside momentum and bullish divergences since 2/1/13. Support 105.56, 105.22, 104.77, 103.90, 102.51, 101.77, 101.36, 101.11, 99.79, and 97.66. Resistance: 107.38, 108.07, 108.15, 109.20, 109.32, and 109.89.

Junk/Investment-Grade Corporate Bond ETFs Relative Strength Ratio (JNK/LQD) whipsawed back up above its 50-day SMA on 3/5/13, thereby turning systematically bullish again. JNK/LQD has been neutral for most of the past 3 years, and it seems questionable whether this long-term trend is changing in any sustainable way.

U.S. Treasury Inflation Protected / U.S. Treasury 7-10 Year ETFs Relative Strength Ratio (TIP/IEF) whipsawed back up above its 50-day SMA on 3/8/13, thereby turning systematically bullish again. Longer term, TIP/IEF has been neutral for most of the past 3 years. Absolute price of TIP peaked at 123.44 on 12/6/12 and currently is systematically neutral--although likely to turn bearish in days ahead.

Tangible Assets, Commodities

U.S. dollar ETF (UUP) price rose above its highs 6-months on 3/13/13, after closing above its 200-day SMA on 2/21/13. UUP turned systematically neutral on 2/7/13, when it rose above its 50-day SMA. Longer term, UUP has been consolidating secular trend losses since bottoming at 20.84 on 5/4/11. Support 22.38, 22.15, 21.53, 21.07, and 20.84. Resistance 22.64, 22.78, 22.96, 23.14, 23.52, 25.84, 27.19, 28.97.

Agriculture, PowerShares DB Agriculture Fund ETF (DBA) price fell below its lows of the previous 7 months on 3/6/13, again confirming its major bearish trend. Price turned systematically bearish on 1/11/13 when the 50-day SMA crossed down below the 200-day SMA.

Crude Oil, United States Oil ETF (USO) price turned systematically neutral on 2/21/13. Longer term, USO has been mostly bearish since peaking at 119.17 on 7/11/08. Support 32.16, 31.00, 29.02, 26.28, and 22.74. Resistance 33.75, 35.53, 37.17, 38.31, 40.29, 41.38, 42.30, and 45.60.

Gold, SPDR Gold Shares ETF (GLD) price fell below its lows of the previous 8 months on 2/20/13 and appears to be consolidating losses in more recent weeks. Price turned systematically bearish on 2/22/13, when the 50-day SMA fell below the 200-day SMA. Longer term, GLD has been mostly bearish since peaking at 185.85 on 9/6/11. Support: 150.84, 148.27, 147.19, 143.97, 143.42, and 142.55. Resistance: 156.80, 164.40, 166.94, 170.01, 174.07, 175.46, 177.40, and 185.85.

Gold Mining Stocks ETF/Gold Shares ETF Relative Strength Ratio (GDX/GLD) turned systematically bearish again on 12/27/12, when the 50-day SMA crossed below the 200-day SMA. Longer term, GDX/GLD has remained mostly bearish for more than 6 years, since 9/5/06.

Silver, iShares Silver Trust ETF (SLV) price fell below its lows of the previous 6 months on 2/20/13 and appears to be consolidating losses in more recent weeks. Price turned systematically bearish on 3/1/13, when the 50-day SMA fell below the 200-day SMA. Longer term, SLV has been mostly bearish since peaking at 48.35 on 4/28/11. Support 27.35, 26.87, 26.13, 25.34, 25.00, 24.44, 22.52, 20.73, and 19.44. Resistance: 28.50, 28.61, 29.73, 31.41, 32.72, 33.31, 34.08, 36.44, 40.23, 41.49, 42.30, 42.78, 44.71, and 48.35.

Silver/Gold ETFs Ratio (SLV/GLD) fell below its lows of the previous 6 months on 2/28/13. SLV/GLD remains neutral below both its falling 50-day SMA and its falling 200- day SMA.

Copper, iPath DJ-UBS Copper TR Sub-Index ETN (JJC) fell below its lows of the previous 3 months on 3/6/13, again confirming a medium-term downtrend. Absolute price turned systematically bullish on 12/5/12 when it rose above its 50-day SMA. Price remains above its 200-day SMA, and the 50-day SMA has remained above the 200-day SMA since 2/21/12. We rank more than 600 of the most important U.S. stocks according to their Major Trend Relative Strength. We use our own proprietary formula, which is similar to but not the same as the 50-day SMA minus the 200-day SMA spread. Our ranking is a version of the Screening Method for Analysis of Relative Strength. For details on this method, please see Robert W. Our rankings, shown below, are always updated as of the latest daily price close. Because our rankings are based on stocks’ Long-Term Major Trends, they usually do not change much week to week, unless a stock makes an unusually large move.
