DIRECTORATE GENERAL FOR INTERNAL POLICIES POLICY DEPARTMENT FOR CITIZENS' RIGHTS AND CONSTITUTIONAL AFFAIRS COUNTER-TERRORISM Virtual currencies and terrorist financing: assessing the risks and evaluating responses STUDY Abstract This study, commissioned by the European Parliament’s Policy Department for Citizens’ Rights and Constitutional Affairs at the request of the TERR Committee, explores the terrorist financing (TF) risks of virtual currencies (VCs), including cryptocurrencies such as Bitcoin. It describes the features of VCs that present TF risks, and reviews the open source literature on terrorist use of virtual currencies to understand the current state and likely future manifestation of the risk. It then reviews the regulatory and law enforcement response in the EU and beyond, assessing the effectiveness of measures taken to date. Finally, it provides recommendations for EU policymakers and other relevant stakeholders for ensuring the TF risks of VCs are adequately mitigated. Shinnecock Partners is a 25 year old investment boutique with an especial focus on niche investments offering higher returns with less risk than more traditional investments in long equities and bonds. Sophia Bak is an analyst intern at Shinnecock Partners. She is an MBA candidate at UCLA Anderson School of Management with a focus on Finance. Prior to Anderson, she spent five years at Mirae Asset Global Investments, working in equity research, global business strategy, and investment development. She holds a B.S. in Business Administration from Carnegie Mellon University with concentration in Computing and Information Technology. Government bonds and cash-based securities alike are currently the most important parts of a well- functioning collateral market. However, in that, there is a growing weakness as rehypothecation creates a systemic risk in the financial system as a whole. The increasing reuse of collateral makes these assets far from risk-free and shows the potential instability of the financial markets and that it is more fragile than many would like to admit. Bitcoin could become an important part of the solution and challenge the dominating collateral assets in the future. -

Banking Bitcoin-Related Businesses: A Primer for Managing BSA/AML Risks Douglas King Retail Payments Risk Forum Working Paper Federal Reserve Bank of Atlanta October 2015 Revised February 2016 Abstract: To date, much of the attention directed toward Bitcoin has focused on its use as a preferred payment method by criminal enterprises because it allows users to transact pseudonymously. But Bitcoin offers more than just pseudonymity. It is a fast, low-cost, and secure payment solution that can also be used for many legitimate purposes. As investment and interest in the Bitcoin ecosystem have grown since its 2009 start, new businesses have emerged seeking to advance Bitcoin as a mainstream payment solution. The pseudonymous nature of Bitcoin transactions heighten Bank Secrecy Act (BSA)/Anti-Money Laundering (AML) Act compliance risks, making it especially challenging for these new businesses to establish banking relationships. This paper examines the current regulatory environment for Bitcoin-related businesses as well as measures these businesses can adopt to mitigate the BSA/AML risks inherent in the Bitcoin protocol. It also presents a framework for financial institutions (FIs) to consider for managing the risks associated with banking these companies. This paper is not a replacement, update, or supplement to BSA/AML guidance requirements provided in November 2014 by the Federal Financial Institutions Examination Council (FFIEC). By making a commitment to BSA/AML compliance, Bitcoin-related businesses can both better position Bitcoin as a mainstream payment system and enhance the ability of FIs to successfully bank them. Journal of Risk and Financial Management Review A Survey on Volatility Fluctuations in the Decentralized Cryptocurrency Financial Assets Nikolaos A. Kyriazis Department of Economics, University of Thessaly, 38333 Volos, Greece; [email protected] Abstract: This study is an integrated survey of GARCH methodologies applications on 67 empirical papers that focus on cryptocurrencies. More sophisticated GARCH models are found to better explain the fluctuations in the volatility of cryptocurrencies. The main characteristics and the optimal approaches for modeling returns and volatility of cryptocurrencies are under scrutiny. Moreover, emphasis is placed on interconnectedness and hedging and/or diversifying abilities, measurement of profit-making and risk, efficiency and herding behavior. This leads to fruitful results and sheds light on a broad spectrum of aspects. In-depth analysis is provided of the speculative character of digital currencies and the possibility of improvement of the risk–return trade-off in investors’ portfolios. Overall, it is found that the inclusion of Bitcoin in portfolios with conventional assets could significantly improve the risk–return trade-off of investors’ decisions. Results on whether Bitcoin resembles gold are split. The same is true about whether Bitcoins volatility presents larger reactions to positive or negative shocks. Cryptocurrency markets are found not to be efficient. This study provides a roadmap for researchers and investors as well as authorities. Trading and Arbitrage in Cryptocurrency Markets Igor Makarov1 and Antoinette Schoar∗2 1London School of Economics 2MIT Sloan, NBER, CEPR December 15, 2018 ABSTRACT We study the efficiency, price formation and segmentation of cryptocurrency markets. We document large, recurrent arbitrage opportunities in cryptocurrency prices relative to fiat currencies across exchanges, which often persist for weeks. Price deviations are much larger across than within countries, and smaller between cryptocurrencies. Price deviations across countries co-move and open up in times of large appreciations of the Bitcoin. Countries that on average have a higher premium over the US Bitcoin price also see a bigger widening of arbitrage deviations in times of large appreciations of the Bitcoin. Finally, we decompose signed volume on each exchange into a common and an idiosyncratic component. We show that the common component explains up to 85% of Bitcoin returns and that the idiosyncratic components play an important role in explaining the size of the arbitrage spreads between exchanges. ∗Igor Makarov: Houghton Street, London WC2A 2AE, UK. In particular, Bitcoin relies on two cryptographic schemes: 1. digital signatures (to exchange the payment instructions between the involved parties) 2.a cryptographic hash function: to maintain the discipline when recording transactions to the public ledger (known as blockchain) (Very brief) introduction to Bitcoin and other Cripto-currencies Digital signatures are used to authenticate digital messages between a sender and a recipient, and they provide: (I) Authentication: the receiver can verify that the message came from sender (II) Non-repudiation: the sender cannot deny having sentthe message; (III) Integrity: the message was not altered in transit. The use of digital signatures includes public key cryptography, where a pair of keys (open and private) are generated with certain desirable properties. A digital signature is used for signing messages: the transaction is signed using a private key, and transferred to the Bitcoin network.
