2 function and φ its density. For a European option V , we will denote Ψ := ∂SσV the Vanna, Υσ := ∂σV the vega, Υv := ∂σ2 V the vega with respect to the variance, Ω := ∂rV the derivative of V with respect 2 2 tothe interest rate, and Λσ := ∂σσ V or Λv := ∂σ2σ2 V . We recall the Black-Scholes price of a call option C (S ,K,T ) at time t (0,T ) on S with strike K > 0 and maturity T > 0 (assuming that σt is constant 0 ∈ for all t 0): ≥ −rτ C (S ,K,T )= St (d ) Ke (d ) , 0 N 1 − N 2 with 2 log (St/K)+ r + σ /2 τ d1 := , d2 := d1 σ√τ, and τ := T t. σ√ τ − − We will also consider straddle options, which consist of a long call and a long put options with the same characteristics (strike, stock, maturity). A variance swap with a notional of N is a swap on the realised variance of a stock price, so that its payoff is worth
T −1 2 V = N T σ dt KV , t − 0 0,T where KV is a fixed amount specified in the contract. Referring to [3], the fair price KV of the variance swap is equal to
2 S erT S 2erT S∗ dK +∞ dK K0,T =2r 0 1 + log ∗ + P (S ,K,T )+ C (S ,K,T ) , V − T S − S T K2 0 K2 0 ∗ 0 0 S∗ where P (S0,K,T ) represents a European put option and S∗ > 0 a liquidity threshold. Hence, the variance swap is fully replicable by an infinite number of European calls and puts. Moreover, if we take rT S∗ := S0e , such that the liquidity threshold is equal to the forward value of the stock price, the above formula simplifies to
2erT S∗ dK +∞ dK K0,T = P (S ,K,T )+ C (S ,K,T ) . V T K2 0 K2 0 0 S∗ A variance swap is interesting in terms of both trading and risk management as : - it provides a one-direction position on the volatility / variance. - it allows one to speculate on the difference between the realised and the implied volatility. Hence, if one expects a rise in volatility, then he should go long a variance swap, and vice-versa. - As the correlation between the stock price and its volatility has proven to be negative, variance swaps are also a means to hedge equity positions.
From a mark-to-market point of view, the value at time t [0,T ] of the variance swap strike maturing ∈ at time T is T T −rτ 1 2 0,T Π =e Et σ du K t T u − V 0 t T −rτ 1 t 2 0,T 1 τ 2 =e σ du K + Et σ du t T u − V τ T u 0 t t T −rτ t 1 2 0,T τ 1 2 0,T =e σ du KV + Et σ du KV . t,T E −1 T 2 But KV = t τ t σudu , and so t T −rτ 1 2 0,T τ t,T Π =e σ du KV + KV . t T u − T 0 Hence, we just need to calculate the new strike of the variance swap with the remaining maturity τ = T t. − A gamma swap looks like a variance swap, but weighs the daily square returns by the price level. Formally speaking, its payoff is worth T S V = N T −1 σ2 t dt K0,T , t S − Γ 0 0 0,T where similarly KΓ represents the fair strike of the gamma swap as defined in the contract. The replication for this option is based on both the Itˆoformula and the Carr-Madan formula [2]. Let us consider the function f : R R defined by + → rt f (Ft) := e (Ft log (Ft/F ) Ft + F ) , 0 − 0 2 2 2 where F := (Ft) t 0 represents the forward price process of S. We have (dFt) = σ F dt, and, by Itˆo’s ≥ t t formula, we have T T T 2 2 2 f (FT )= (∂tf) dt + (∂F f) dFt + ∂F F f σt Ft dt 0 0 0 T T T rt rt 1 rt 2 = r e (Ft log (Ft/F ) Ft + F ) dt + e log (Ft/F ) dFt + e σ Ftdt. 0 − 0 0 2 t 0 0 0 Hence, the floating leg of the gamma swap can be written as
T T T 1 2 St 2 rt rt σ dt = f (FT ) r e (Ft log (Ft/F ) Ft + F ) dt e log (Ft/F ) dFt , T t S TS − 0 − 0 − 0 0 0 0 0 0 rt where we used the fact that St = Fte . Now, Carr and Madan [2] proved that for any continuous function φ of the forward F , we can write κ +∞ ′ ′′ ′′ φ (FT )= φ (κ)+φ (κ) (FT κ) (κ FT ) + φ (K) (FT K) dK+ φ (K) (K FT ) dK, − + − − + − + − + 0 κ where κ> 0 represents a threshold (for example a liquidity threshold in the case of a variance or a gamma swap). We now consider the function φ : R R defined by φ(x) := e−rT f(x), where f is defined above. + → Taking κ = F0, the at-the-money forward spot price, we obtain F0 dK +∞ dK φ (FT )= (K FT ) + (FT K) . K − + K − + 0 F0 Plugging this equation into the above floating leg of the gamma swap, we eventually have
T F0 +∞ 1 2 St 2 rT 1 1 σ dt = e (K FT ) dK + (FT K) dK T t S TS K − + K − + 0 0 0 0 F0 T T 2 rt rt Ft r e (Ft log (Ft/F ) Ft + F ) dt + e log dFt . − TS 0 − 0 F 0 0 0 0 Hence, a long position in a gamma swap consists of a long continuum of calls and puts weighted by the inverse of the strike, rolling a futures position 2 log (Ft/F ) and holding a zero-coupon bond, worth − 0 2r (Ft log (Ft/F ) Ft + F ) at time t. − 0 − 0 4 ANTOINE JACQUIER AND SAAD SLAOUI
At time t = 0, the fair value of the gamma swap is hence:
1 T S 2e2rT F0 dK +∞ dK K0,T = E σ2 t dt = P (S ,K,T )+ C (S ,K,T ) . Γ 0 T t S TS K 0 K 0 0 0 0 0 F0 We can also calculate the price of the gamma swap at time t = T τ, − 1 t S 1 t S 1 T S σ2 u du K0,T = σ2 u du + σ2 u du K0,T . T u S − Γ T u S T u S − Γ 0 0 0 0 t 0 The first term of the right side of the equation is past, and the two other terms are strikes, hence
T t 1 2 Su 0,T 1 2 Su τ t,T 0,T Et σ du K = σ du + K K . T u S − Γ T u S T Γ − Γ 0 0 0 0 Both variance and gamma swaps provide exposure to volatility. However, one of the main difference, from a management point of view, is that variance swaps offer a constant cash gamma, whereas gamma swaps provide a constant share gamma, and hence does not require a dynamic reallocation. Furthermore, as gamma swaps is weighted by the performance of the underlying stock, it takes into account jumps in it, hence traders do not need to cap it, as it is the case for variance swaps (through the use of conditional variance swaps, pp variance swaps, corridor variance swaps).
3. Correlation trading
3.1. Implied correlation. Consider an index (i.e. a basket) with n stocks. σi represents the volatility of the ith stock, wi its weight within the index, and ρi the correlation between stocks i and j. If we replicate the index, we create a basket with the following volatility
n n 2 2 2 σI := wi σi + wiwj σiσj ρij . i=1 i ,j i =1 = We can then define the implied correlation in this portfolio, namely an average level of correlation, as
−1 n n 2 2 2 ρimp := wiwj σiσj σ w σ , I − i i i ,j i i=1 =1 = where σI represents the volatility of the index. We can rewrite this formula as
−1 n n ρimp = σiσj ρij wiwj σiσj . i=1 j>i i=1 j>i n 2 In [1], Bossu assumed that, under some reasonable conditions, the term wiσi is close to zero and i=1 hence, a good proxy for the implied correlation is
n −2 2 ρimp = wiσi σI . i=1 VARIANCE DISPERSION AND CORRELATION SWAPS 5
3.2. Correlation swaps. A correlation swap is an instrument similar to a variance swap, and pays at maturity the notional multiplied by the difference between the realised correlation and a strike. Mathe- matically speaking, the payoff of such an option is
−1
Π = K + wiwj wiwj ρij . − ≤i
