GLOBAL PET EXPO: KEY THEMES AND OBSERVATIONS (CONTINUED)

Spotlight on Hard Goods: While the hard goods sector has a reputation for being a sleepier segment due to its moderate growth and perceived lack of differentiation, investors are paying more attention to branded products and accessories as an alternative to the repetition of “me-too” food and treat companies. While it can be challenging to differentiate hard goods due to the lower brand awareness and limited IP in most categories, investors are looking for creative ways to play the space including consolidation opportunities, direct-to-consumer strategies, and strategic licensing arrangements designed to capitalize on the latest pop culture trends. One prime example of these hard goods trends is Petmate, a long-time consolidator of choice who recently partnered with country music star Miranda Lambert to launch a line of MuttNation™ products and accessories that will help fund animal rescue and adoption programs.

M&A Trends: While 2015 was defined by several larger transactions, including Merrick Pet Care and Petco, 2016 has been characterized by a steady flow of smaller transactions that we expect to continue throughout the year. The uptick in small deal activity likely results from consistently strong valuation multiples within pet M&A that have had a material impact on owners’ value expectations. On the food side, Wellpet’s recent acquisition of Sojos represents the most notable deal of the year and is a good omen for smaller food brands with an alternative technology (e.g., dehydrated, freeze-dried, etc.) given its sale to a strategic buyer. On the product side, the acquisitions of Dallas Manufacturing and Hyper Pet are the first dominoes in what is expected to be a busy year for hard goods as several other assets prepare for market.

Public Markets: Given the limited pure-play opportunities in the sector, Blue Buffalo (BUFF) and Freshpet (FRPT) continually garner the most attention from the analyst community. After a turbulent end to 2015, shares of BUFF surged in late Q1 2016 after the company exceeded earnings expectations and issued a bullish outlook for the balance of 2016. While BUFF remains highly confident in its ability to grow its market share and extract more margin through in-sourcing and other initiatives, skeptics continue to question whether the company can maintain its growth trajectory due to accelerating competition and mixed consumer perception due to ongoing legal battles with Nestle- Purina. As for FRPT, the company recently announced the retirement of CEO and long- time industry veteran Richard Thompson. Shares of the company have since trended up based on a better-than-expected Q1 and a well-articulated management succession plan.

COMMENTARY ON RECENT CONSUMER AND RETAIL DEBT TRANSACTIONS1

• Sears Holdings is shopping an incremental ABL term loan. Price talks on the term debt are set at L+800 with a 1.00% floor and offered at 96-97. The loan is pegged to yield roughly 10.27-10.59% to maturity. The incremental term loan due July 2020 will be used to finance outstanding obligations under Sears’ $3.275 billion asset-based revolver. The loan is set to include a 1x fixed-charge-coverage ratio and will carry 102 and 101 hard call premiums in years one and two respectively.

• Iconix Brand Group entered into a $300 million senior secured term loan funded by Fortress Investment Group. Proceeds will be used to repay a portion of Iconix’s convertible senior subordinated notes due in June. The loan, due March 2021, is boasting pricing of L+1,000 with a 1.5% LIBOR floor. A leverage test of 4.5x and a minimum-asset- coverage covenant of 1.25x are guiding the debt. S&P assigned an issue rating to the loan of B, with a recovery rating of 3.

• Restaurant operator HRI Holding finalized a senior secured credit arrangement totaling more than $50 million to back York Capital Management’s recent acquisition of the business. CIT Commercial and Industrial Finance was the sole lead arranger on the transaction.
